Book excerpt: We study a series of weekly term premia extracted from U.S. Treasury bill quotations from 1970-1982. We choose this period because it is characterized by high and variable inflation. We find that spot and forward rates are cointegrated and that the series of their differences is stationary. This implies that term premia are also stationary, which has implications for researchers seeking to improve interest rate forecasting. It also rules out several variables as determinants of term premia. We use a variance estimator that is consistent against autoregression to compute variance bounds. This lets us use overlapping observations, thus conserving degrees of freedom and letting us use a finer sampling interval. This estimator shows that both forecast errors and term premia are more variable than reported previously. Those earlier results used periods of low inflation, though, so our results are not necessarily inconsistent with them. Variation in the premium rises with the level.

Better forecasts are generated by assuming that yields follow random walks. The failure of these models is driven by one of their key features: Compensation for risk is a multiple of the variance of the risk. Thus risk compensation cannot vary independently of interest rate volatility. I also describe a broader class of models. These 'essentially affine' models retain the tractability of standard models, but allow compensation for interest rate risk to vary independently of interest rate volatility. This additional flexibility proves useful in forecasting future yields.

Key components of this approach are generic impact measures of state variables in a Gaussian dynamic term structure model. These measures are inherent in a particular state variable regardless of how other state variables are defined within the model. With the help of these measures, the approach gives rise to market expectations predicting yield changes well, and term premia having a legitimate impact on the forward curve. In the empirical analysis, I show the generic impact of the short rate on the yield curve, and historical dynamics of market expectations and term premia. Now, with the United States economy growing above potential, inflationary pressures are on the rise. Term premia are very sensitive to the expected future path of growth, inflation, and monetary policy, and an inflation surprise could require monetary policy to tighten faster than anticipated, inducing to a sudden decompression of term and other risk premia, thus tightening financial conditions. This paper proposes a semi-structural dynamic term structure model augmented with macroeconomic factors to include cyclical dynamics with a focus on medium- to long-run forecasts. Our results clearly show that a macroeconomic approach is warranted: While term premium estimates are in line with those from other studies, we provide (i) plausible, stable estimates of expected long-term interest rates and (ii) forecasts of short- and long-term interest rates as well as cyclical macroeconomic variables that are stunningly close to those generated from large-scale macroeconomic models.
