Book excerpt: The GSI's first report in the series “Fossil Fuels - At What Cost?” studies the subsidies provided to fossil-fuel producers in Indonesia. The study provides in-depth analysis of Indonesia's system of Production Sharing Contracts and other relevant policies to identify and estimate government support for the industry. The study concludes that three subsidies can clearly be identified, totaling US $1.8 billion in 2008. It estimates that this is a lower-bound figure, as at least seven other potential subsidies were identified that could not be assessed or quantified based on the available information. The researchers recommend that further work could usefully undertake a full assessment of the economic, environmental and social impacts of these subsidies in order to inform a public debate on whether the subsidies should be kept or considered for reform.

This study measures the size of fossil fuel subsidies such as underpricing of petroleum products and electricity, tax exemptions, and subsidized credit; examines the potential economic, energy, and environmental impacts of reducing them; and discusses options for social safety nets to mitigate the impacts of the reforms. It shows that the short-term adverse impacts of subsidy reform turn positive in the long term as households and industry respond to changing market realities by adjusting energy demand, supply, and production capacity. Policy options for sustainable energy use are provided to aid policy makers in their current subsidy reform process.

This report measures the size of associated subsidies on these fossil fuels including direct transfers, tax exemptions, subsidized credit, and losses of state enterprises in India, Indonesia, and Thailand. An analysis of complex interactions between economic, social, energy, and environmental issues shows that the initial rise in energy prices due to a reduction or removal of the subsidies will nudge households and businesses to shift to alternative fuels, make investment in clean energy attractive, increase energy supply, reduce energy shortages, and cut greenhouse gas emissions. Using the money freed up from subsidies to compensate poor households and to increase government budgets will offset the negative effects of the initial price rise, promote sustainable energy use, and help allay the fears of reform.

Book excerpt: The Government is shifting the goal-posts on fuel poverty so that official statistics record far fewer households as fuel-poor. The changes to the fuel poverty definition and target, in part being made through amendments to the Energy Bill, should be stopped unless the Government is prepared to make a public commitment to end fuel poverty altogether. A short-term bid to cut bills must not throw energy and climate change policy off-course. In the longer term green levies could actually keep bills down if they drive energy efficiency improvements that cut the cost of heating our homes. Insulating homes and supporting green technologies is vital to help the fuel poor and cut the emissions causing climate change. At the Rio+20 Summit and the G20, the Government committed itself to phasing out fossil fuel subsidies that encourage wasteful consumption and contribute to greenhouse gas emissions. The Government must set a target to reduce subsidies to harmful fossil fuels. The Government should also use the Autumn Statement as an opportunity to provide a clear and comprehensive analysis of energy subsidies in the UK. The report also looks at whether Government support for the new nuclear power station at Hinkley Point constitutes a subsidy and concludes that it does, despite the Government's assurance otherwise. The Government's policy of 'no public subsidy for new nuclear' requires it to provide only 'similar' support to that provided to other types of energy, but even on that basis the deal for Hinkley Point C is 'dissimilar', notably on support for decommissioning and waste.

By some estimates, the G20 countries alone are spending around another $450 billion on subsidising fossil fuel production. In addition, the indirect social welfare costs of these subsidies have been shown to be substantial – for instance due to air pollution, road congestion, climate change, and economic inefficiency, to name a few. Considering these numbers, there is no doubt that fossil fuel subsidies cause severe economic distortions that compromise countries’ prospects of achieving equitable and sustainable development. This book provides a guide to the complex challenge of designing, assessing, and implementing effective fossil fuel subsidy reforms. It shows that subsidy reform requires a careful balancing of complex economic and political trade-offs, as well as measures to mitigate adverse effects on vulnerable households and to assist firms with implementing efficiency enhancing measures. Going beyond the purely fiscal perspective, this book emphasises that smart subsidy reforms can contribute to all three dimensions of sustainable development – environment, society, and economy. Over the course of eight chapters, this book considers a wide range of agents and stakeholders, markets, and policy measures in order to distil the key principles of designing effective fossil fuel subsidy reforms.
