Book excerpt: Anecdotal evidence suggests and recent theoretical models argue that past stock returns affect subsequent stock trading volume. We study 3,000 individual investors over a 51 month period to test this apparent link between past returns and volume using several different panel regression models (linear panel regressions, negative binomial panel regressions, Tobit panel regressions). We find that both past market returns as well as past portfolio returns affect trading activity of individual investors (as measured by stock portfolio turnover, the number of stock transactions, and the propensity to trade stocks in a given month). After high portfolio returns, investors buy high risk stocks and reduce the number of stocks in their portfolio. High past market returns do not lead to higher risk taking or underdiversification. We argue that the only explanations for our findings are overconfidence theories based on biased self-attribution and differences of opinion explanations for high levels of trading activity.

Book excerpt: High market-wide returns make some investors overconfident because they incorrectly attribute the gains to their stock picking talents. Investors who are subject to biased self-attribution increase their trading in subsequent periods in models by Gervais and Odean (2001) and Odean (1998a). We use a vector autoregressive and impulse-response function methodology to investigate the trading volume implication of the overconfidence hypothesis. We find empirical support for the overconfidence hypothesis as well as the disposition affect of Shefrin and Statman (1985). Specifically, market-wide trading activity in NYSE/AMEX shares is positively correlated to past shocks in market return, with the turnover response lasting months and perhaps years. This increase (decrease) in market-wide trading activity subsequent to bull (bear) markets can be explained by either the overconfidence hypothesis or the disposition effect. Vector autoregressions on individual stocks indicate that volume responds to past shocks in individual security return, which prior researchers have interpreted as evidence of disposition effect trading. However, we show that individual security trading activity is even more responsive to past shocks in the market-wide return, which we interpret as evidence of the overconfidence hypothesis. The empirical lead-lag relationships between returns and trading activity as measured by turnover are both statistically and economically significant and an important empirical characteristic of the domestic equity market. The trading volume patterns we document are in addition to well-known volume-volatility relationships and turn-of-the-year effects, and are robust to a number of specification alternatives.

We show that such time-varying predictability of trading volume is attributed to abnormal trading activity, which is not explained by past volume. Specifically, we find that the return forecasting power of abnormal trading activity is strongly positive up to five weeks ahead. In contrast, the predictive power of the expected trading activity is negative, and lasts for longer horizons. We further argue that behavioral biases and investors' attention induces abnormal trading activity, but its price impact is primarily related to behavioral biases. Overall evidence emphasizes the role of behavioral biases and investors' attention to explain trading volume.

Book excerpt: We assess investors' reaction to new information arrivals in financial markets by examining the relationships between trading volume and the higher moments of returns in 18 international equity and currency markets. Our volume-volatility results support extant information theories and further contribute new evidence of cross market relations between volume and volatility. We also find that the direct impact of volume on the level of negative skewness is less significant for more diversified regional portfolios. Furthermore, the negative interaction between volume and kurtosis can be explained by the differences of opinion in financial markets. We observe stronger interdependence among higher moments in reaction to significant events, but the strength is dampened by trading volume. This result is consistent with trading volume being a source of heteroskedasticity in asset returns.

Even though one should not only rely on trading volume to predict return as it explains a very small part of change in stock return. Also, the Egyptian stock exchange is informationally inefficient as the information arrives to the market sequentially not simultaneously and that there is much noise and speculative trading. The study recommends that the number of transactions is a better measure of trading volume in the Egyptian stock market. These results are important to the Egyptian Exchange management, investors, and technical analysts.

First, we examine the role of volume and volatility in the individual stock market dynamics using a sample of ten major developed stock markets. Next, we extend our analysis to a multiple market framework, based on a large sample of cross-listed firms. Our analysis is based on both semi-nonparametric (Flexible Fourier Form) and parametric techniques. Our major findings are as follows. First, we find no evidence of the trading volume affecting the serial correlation of stock market returns, as predicted by Campbell et.al (1993) and Wang (1994). Second, the stock market volatility has a negative and statistically significant impact on the serial correlation of the stock market returns, consistent with the positive feedback trading model of Sentana and Wadhwani (1992). Third, the lagged trading volume is positively related to the stock market volatility, supporting the information flow theory. Fourth, we find the trading volume to have both an economically and statistically significant impact on the price discovery process and the co-movement between the international stock markets. Overall, these findings suggest the importance of the trading volume as an information variable.
