Robert Shimer shows analytically and quantitatively that rigid wages are important for explaining the volatile behavior of the unemployment rate in business cycles. The book focuses on the labor wedge that arises when the marginal rate of substitution between consumption and leisure does not equal the marginal product of labor. According to competitive models of the labor market, the labor wedge should be constant and equal to the labor income tax rate. But in U.S. data, the wedge is strongly countercyclical, making it seem as if recessions are periods when workers are dissuaded from working and firms are dissuaded from hiring because of an increase in the labor income tax rate. When job searches are time consuming and wages are flexible, search frictions--the cost of a job search--act like labor adjustment costs, further exacerbating inconsistencies between the competitive model and data. The book shows that wage rigidities can reconcile the search model with the data, providing a quantitatively more accurate depiction of labor markets, consumption, and investment dynamics. Bangladesh has experienced remarkable economic growth rates over the last decade. The country has recently been upgraded from a low-income country (LIC) to a lower-middle-income country (LMIC) as per the World Bank’s classification system. By 2024, the country also aspires to graduate from the United Nation’s list of least developed countries (LDC). The 7th five-year plan sets an ambitious target of 8 percent growth in GDP by 2020. There are also steep development targets to be achieved under the Sustainable Development Goals (SDGs) by 2030. All these will require an enormous leap forward from the current level of economic growth rate and sustaining it in the future. The situation also calls for considerable structural change in the economy, facilitating large-scale economic diversification. Rapid expansion of labor-intensive and high-productivity sectors, both in the farm and nonfarm sectors, is thus crucial for Bangladesh. Further, this should take place in conjunction with interventions to enhance productivity, jobs and incomes in traditional and informal activities where there are large pools of surplus labor. Given its relevance for Bangladesh and applicability to many other developing countries, the book offers a unique and pioneering resource for researchers, industry watchers as well as policy makers.

In two essays I advance the theoretical modelling of these markets and examine whether the new theory does quantitatively better at accounting for empirical evidence than existing models. Both essays examine models where market incompleteness faced by workers implies that long term wage contracts play a role in providing consumption smoothing to workers. The terms of these state contingent contracts depend on: (1) the preferences of the contracting parties, (2) whether parties can commit to contracts. The essays embed such optimal dynamic contracting problems into a Mortensen-Pissarides style model of labor market flows with aggregate shocks, contributing to the theoretical modelling of wage determination in this model framework. I find that market incompleteness has quantitatively only limited ability to explain the volatility puzzle facing existing models: unemployment varies strongly over the business cycle, while labor productivity varies much less. Whether the models are consistent with wage data hinges both on the preferences of contracting parties: entrepreneurs versus workers, as well as constraints on contracting.

Book excerpt: This paper proposes a hidden state Markov model (HMM) that incorporates workers’ unobserved labor market attachment into the analysis of labor market dynamics. Unlike previous literature, which typically assumes that a worker’s observed labor force status follows a first-order Markov process, the proposed HMM allows workers with the same labor force status to have different history-dependent transition probabilities. I show that the estimated HMM generates labor market transition probabilities that match those observed in the data, while the first-order Markov model (FOM) and its many-state extensions cannot. Even compared with the extended FOM, the HMM improves the fit of the empirical transition probabilities by a factor of 30. I apply the HMM to (1) calculate the long-run consequences of separation from stable employment, (2) study evolutions of employment stability across different demographic groups over the past several decades, (3) compare the dynamics of labor market flows during the Great Recession to those during the 1981 recession, and (4) highlight the importance of looking beyond distributions of current labor force status.

Book excerpt: Abstract: The authors study the dynamics of three developing country labor markets using recent advances in the estimation of continuous time Markov processes. They first examine the flows of workers among five states: three types of paid labor, unemployment, and out of the labor force. The authors find a high degree of commonality in patterns of worker flows among the three countries and attempt to compare the flexibility of the markets by examining an index of overall mobility. Second, they seek to establish whether the issues of advanced country labor markets apply to developing country markets or whether the latter constitute a different phylum. Paralleling the mainstream literature on the role of being out of the labor force as discouraged unemployment, the authors then identify some common stylized facts about the role of the informal self-employed and salaried sectors and to what degree they serve as a holding pattern versus a desirable alternative to formal sector work. In the process, the authors identify very strong differences in mobility patterns between men and women and attempt to shed some light on whether these differences arise from discrimination or perhaps instead the constraints imposed by household responsibilities. Finally, they study labor market adjustment across the business cycle in Mexico and identify patterns of job creation and destruction among the three paid sectors and confirm the mainstream view of the role of out of the labor force as a procyclical phenomenon.

The first paper by Andersen discusses from a statisticians point of view how it is possible to analyze longitudinal data on labor market dynamics using statistical models for multivariate counting processes. Models including general calendar time specific intensities and models specifying the distribution of spell lengths as well as their combina tions are included. Finally it is demonstrated how the effect of exo genous, endogenous, and other time dependent variables can be model led. This paper does also contain an example of the application of the model.

Book excerpt: This paper summarizes statistics on the key aspects of the distribution of earnings levels and earnings changes using administrative (social security) data from Italy between 1985 and 2016. During the time covered by our data, earnings inequality and earnings volatility increased, while earnings mobility did not change significantly. We connect these trends with some salient facts about the Italian labor market, in particular the labor market reforms of the 1990s and 2000s which induced a substantial rise in fixedterm and part-time employment. The rise in parttime work explains much of the rise in earnings inequality, while the rise in fixed-term contracts explains much of the rise in volatility. Both these trends affect the earnings distribution through hours worked: part-time jobs reduce hours worked within a week, while fixed-term contracts reduce the number of weeks worked during the year as well as increase their volatility. We find weak evidence that fixed-term contracts represent a "stepping-stone" to permanent employment. Finally, we offer suggestive evidence that the labor market reforms contributed to the slowdown in labor productivity in Italy by delaying human capital accumulation (in the form of general and firm-specific experience) of recent cohorts.
