Despite high capitalization levels, there are important vulnerabilities in the Finnish banking system. Near-term risks are largely tilted to the downside, stemming from both external and domestic sources. A sharper-than-expected global growth slowdown would be a drag on Finland’s export and GDP growth. Although so far high compared with the rest of the euro area banks, Finnish banks’ profitability is facing challenges from the low interest rate environment and the low economic growth. Vulnerabilities include funding risks, contagion risks, and challenges related to long-term profitability.

Book excerpt: This paper discusses key findings of the Financial System Stability Assessment concerning Finland. It reveals that Finland’s banking system remains well capitalized and profitable. Although low interest rates have squeezed net interest income, banks have increased income from trading and insurance and reduced cost-income ratios, helping to maintain profitability. Nonperforming loans have remained low and capitalization ratios are well above requirements, though buffers may be exaggerated by the aggressive use of risk weights. The Net Stable Funding Ratio suggests that vulnerabilities from maturity mismatches are limited in aggregate. Nevertheless, previously identified vulnerabilities remain, and some have increased.

It is found that an evaluation of Deposit Guarantee Fund (DGF) using Core Principles for Effective Deposit Insurance Systems would support reform efforts. Banking supervision is robust, and follows relevant EU Directives and the Basel Core Principle (BCP) for Effective Banking Supervision closely. The Financial Supervisory Authority (FIN-FSA) has implemented the 2001 Financial Sector Assessment Program (FSAP) recommendations, but challenges remain.

The Finnish authorities regularly coordinate and collaborate with international bodies on macroprudential policy. Several macroprudential instruments were formally introduced in the legislation and activated recently. The 2014 Act on Credit Institutions implements macroprudential instruments, including those set out in the European Capital Requirement Directive. Despite the important progress made, there are some improvements that should be considered. The macroprudential policy toolkit should be expanded. The systemic risk buffer should be added to the toolkit, although its activation and level may still need further analysis.

Our specific aim is to examine whether and to what extent recent developments in Finland are broadly in line with the trends common to banking sectors in Europe and also worldwide. We focus on developments in banks' profit and loss accounts, balance sheets and the market structure of the banking sector. In addition, technological developments are surveyed. As regards consolidation, the Finnish banking sector is a trendsetter. The emphasis in structural development has moved to cross-border banking and bank assurance. On the other hand, it turns out that it is difficult to track some of the trends that are believed to characterize European banking sectors using Finnish data. For instance, disintermediation has thus far been moderate in Finland, as the role of banks as providers of financing to households and companies is still significant and generally shows no signs of diminishing. Tougher competition in lending does not seem to have reduced Finnish banks' profitability, which was at a record high in 1999 and in the first half of 2000. The Finnish banks have fully recovered from the banking crisis of the early 1990s. Improved profitability is largely due to enhanced efficiency as well as recent favourable economic performance. The banking sector has experienced a rapid process of consolidation during the 1990s and currently banks are in the middle of a period of intensive launching of new technology-based products. It can be argued that as a result of developments in the 1990s the Finnish banking sector is among the most profitable and efficient in Europe.

The main beneficiaries are found to be the banks and those that previously had restricted access to bank credit. Two major remaining problems are the anti-savings biases associated with the generous tax treatment of household interest payments and the cartel-like system used in providing tax-free deposits to households. The paper also challenges the argument that the reform caused a loss of monetary autonomy.
