Book excerpt: The Committee's report examines the work of the Monetary Policy Committee (MPC) of the Bank of England and the main features of monetary policy for the twelve month period since November 2005. Findings include that the Bank has continued to conduct monetary policy with considerable success and has steered the economy through a difficult period and the prospects for inflation appear to be good. Given the uncertainties surrounding the arguments for or against increases in interest rates, and the importance that the Governor has previously placed on anchoring inflation expectations, it appears that the November increase in interest rates was largely a precautionary measure. Recommendations made include: that the Bank undertake further research on the links between the interest rate and inflation via asset prices, a critical aspect of monetary policy under inflation targeting; and the Chancellor should consider modifying the appointment process of external members of the MPC to increase transparency and to ensure that appointees have relevant expertise in macro and monetary economics.

Book excerpt: The Monetary Policy Committee (MPC) of the Bank of England was established in 1998, with a remit to maintain price stability and, subject to this objective, to support government economic policy, including growth and employment targets. The Committee's report finds that the MPC's work has been satisfactory so far, but states its intention to re-examine the MPC's remit to include broader concerns than inflation alone. It restates its recommendation that the members of the MPC should be recruited and appointed in a manner consistent with Nolan principles. It expresses hope that the optimism expressed by a number of witnesses that problems in the current fiscal position are cyclical and intervention is not necessary are justified. Evidence of substantial imbalances in the economy are noted, concerning the imbalance between consumer spending and investment; rising house prices; and the trade balance and current account deficit, although some of these may also be cyclical. The report also notes that the Chancellor of the Exchequer was unable to find time to give evidence before the Committee on the current state of the economy and economic policy, and calls upon the Government to support the need for Ministers to appear before Lords Select Committees, when requested to do so.

Monetary policy has been transformed, from attempts to control broad money from the supply side with the use of indirect controls on banks' lending, to an almost exclusive focus on interest rates in a context of inflation targeting. The exchange rate has at times been fixed, at other times almost perfectly flexible, and at other times again more or less managed. Meanwhile the real economy has experienced large variations in growth, together with what most observers have seen as a sharp rise and then a gradual decline in the NAIRU; inflation has varied between 25% and 2%. This is a book about the making of monetary policy in the UK, about how and why the monetary regimes changed over the period, and how and why the monetary authorities took the decisions they did about monetary growth, interest rates and the exchange rate. It includes separate chapters on monetary targeting, on policy in the second half of the 1980s, on the UK's brief membership of the ERM, on inflation targeting between 1993 and 1997, and on inflation targeting with instrument independence since 1997. It also contains a detailed analysis of the factors that influenced interest rate decisions and monetary policy with particular reference to the exchange rate, and an investigation of the nature and reasons for interest rate smoothing in the UK.
