First, the rate at which prices increase over time decreases in competition, supporting the idea that competition restrains the ability of airlines to price-discriminate against late-arriving customers. Second, the sensitivity to competition increases in the heterogeneity of the customer base, reflecting that restraints on price discrimination are only relevant when there is initial scope for discrimination. The patterns explain 83 percent of the observed within-flight price dispersion and 17 percent of the cross-market variation in pricing dynamics.

Book excerpt: A parsimonious theoretical model of second degree price discrimination suggests that the business cycle will affect the degree to which firms are able to price-discriminate between different consumer types. We analyze price dispersion in the airline industry to assess how price discrimination can expose airlines to aggregate-demand fluctuations. Performing a panel analysis on seventeen years of data covering two business cycles, we find that price dispersion is highly procyclical. Estimates show that a rise in the output gap of 1 percentage point is associated with a 1.9 percent increase in the interquartile range of the price distribution in a market. These results suggest that markups move procyclically in the airline industry, such that during booms in the cycle, firms can significantly raise the markup charged to those with a high willingness to pay. The analysis suggests that this impact on firms' ability to price-discriminate results in additional profit risk, over and above the risk that comes from variations in cost.

Book excerpt: A new approach to dynamic allocation and pricing that blends dynamic paradigms from the operations research and management science literature with classical mechanism design methods. Dynamic allocation and pricing problems occur in numerous frameworks, including the pricing of seasonal goods in retail, the allocation of a fixed inventory in a given period of time, and the assignment of personnel to incoming tasks. Although most of these problems deal with issues treated in the mechanism design literature, the modern revenue management (RM) literature focuses instead on analyzing properties of restricted classes of allocation and pricing schemes. In this book, Alex Gershkov and Benny Moldovanu propose an approach to optimal allocations and prices based on the theory of mechanism design, adapted to dynamic settings. Drawing on their own recent work on the topic, the authors describe a modern theory of RM that blends the elegant dynamic models from the operations research (OR), management science, and computer science literatures with techniques from the classical mechanism design literature. Illustrating this blending of approaches, they start with well-known complete information, nonstrategic dynamic models that yield elegant explicit solutions. They then add strategic agents that are privately informed and then examine the consequences of these changes on the optimization problem of the designer. Their sequential modeling of both nonstrategic and strategic logic allows a clear picture of the delicate interplay between dynamic trade-offs and strategic incentives. Topics include the sequential assignment of heterogeneous objects, dynamic revenue optimization with heterogeneous objects, revenue maximization in the stochastic and dynamic knapsack model, the interaction between learning about demand and dynamic efficiency, and dynamic models with long-lived, strategic agents.

Book excerpt: The dissertation consists of two essays on different aspects of dynamic pricing with applications to the U.S. airline industry. The first essay studies how a firm's ability to price discriminate over time affects production, product quality, and product allocation among consumers. The theoretical model has forward-looking heterogeneous consumers who face a monopoly firm. I use this model to study the time paths of prices for airline tickets offered on monopoly routes in the U.S. Using estimates of the model's demand and cost parameters, I compare the welfare travelers receive under the current system to several alternative systems, including one in which free resale of airline tickets is allowed. The second essay, motivated by pricing practices in the airline industry, studies the incentives of players to publicly and independently limit the sets of actions they play later in a game. I find that to benefit from self-restraint, players have to exclude all actions that create deviations for them and keep some actions that can deter deviations of others. I develop a set of conditions under which these strategies form a subgame perfect equilibrium and show that in a Bertrand oligopoly, firms can mutually gain from self-restraint, while in a Cournot oligopoly they cannot.

It shows that intertemporal price dispersion is strongly reduced by competition because flights booked close to departure time are on average priced substantially lower when competition increases. This way competition implies a reduction in intertemporal price discrimination mainly benefiting late bookers. Low-cost carrier competition appears to have a strong and lasting negative effect on intertemporal price dispersion. The effect of competition by full-service carriers is moderate and seems to disappear in the long run.

Book excerpt: This dissertation analyzes the sources of price dispersion due to the price discrimination in the U.S. airline industry. Using the multi-stage budgeting approach with the almost ideal demand system (AIDS) specification, we estimate demand for air travel at the airline level, and empirically decompose an airline's own price elasticity into cross-price elasticity vis-a-vis other airlines and an industry elasticity. Conceptually, cross-price elasticity measures the responsiveness of quantity demanded of airline service offered by an airline to a unilateral change in the firm's own price with total expenditures given, whereas the industry elasticity measures the responsiveness of total quantity of airline travel demanded to a change in the overall price of air travel. Then, we investigate the determinants of price dispersion induced by discriminatory pricing across airline routes. Our results show that cross-price elasticity of demand for air travel, reflecting competitive-type discrimination, is the key factor affecting price dispersion in the airline industry. This result is consistent with the earlier findings of Borenstein and Rose (1994), but is based on a direct test of the underlying theory of Holmes (1989).
