Book excerpt: This paper empirically examines the determinants of the choice between private and public offerings and expected price discounts by using a new database, which details the buyers and contracts of private placements in high-technology industries between 1986 and 1997. The estimates indicate that public investors' prior information and the risk measure are, by a large margin, the two most important determinants of private placement likelihood. My argument on the determinants of the expected price discount, if private placement buyers are ex ante informed investors, draws on models by Maksimovic and Pichler (1999) and (Rajan (1992). One view holds that the expected price discount is driven by the cost of motivating the truth-telling value of the private information (Maksimovic and Pichler (1999)). A competing view holds that informed investors are able to use their bargaining power obtained through informational advantages to require strictly positive expected excess returns, which are not directly related to the value of the private information (Rajan (1992)). Overall, I find that private placements to ex ante informed buyers are associated with significant increases in companies' stock prices. However, there is limited evidence that entrenched management purchases private placements on favorable terms that might serve as self-dealings.

Book excerpt: We show how an entrepreneur who wishes to maximize revenue from the sale of securities should structure the sale. We allow the entrepreneur to choose between an Initial Public Offering (IPO) and a private placement. In modelling an IPO we take into account both the issuer's ability to give preferential access to a pool of informed investors, and the value of the issuer's option to adjust the quantity of securities going to the retail market, in response to information received from the pool. We also allow for the possibility of selling directly to the retail market without pregathering information.We show that the source of underpricing comes either directly from participation constraints on the part of investors or from residual adverse selection in the retail market, rather than from the need to provide investors with incentives to reveal information. In contrast with earlier work, our optimal issue method in most cases is not improved by discriminatory pricing. We relate underpricing and the choice of issue method to observable firm-specific parameters. We show that for a wide variety of offerings the institutional practice followed by U.S. underwriters, which grants preferential access to a pool of selected investors, is efficient. We derive the optimal number of investors to include in the pool before setting the issue price. Conditions are also given such that forming a pool is not optimal or such that a public offering is not optimal, thus explaining why some firms will choose private offerings or public offerings with no pregathering of information.

Finally, he concludes that the largest shareholders tunnel by means of excess discounts from which they benefit but which is harmful to other shareholders.
