Book excerpt: This dissertation investigates the effect of market concentration on nonlinear pricing strategies in the airline industry. The study develops a theoretical nonlinear pricing model with both discrete product and consumer types to derive testable implications about the impact of market concentration on the structure of relative prices within a menu of prices. The analysis then uses a unique, airline ticket level data set to test the model predictions. The data set consists of a representative sample of airline tickets purchased between June and December 2004 from one major Computer Reservation System (CRS), for travel in the fourth quarter of the same year. The study restricts attention to 246 domestic routes in the United States, resulting in 878,169 tickets. This unique data set allows us to examine the effect of market structure conditions on relative prices within a menu of fare types with restrictive ticket characteristics. The analysis also contributes to the understanding of how the level of competition in a market affects the dispersion of airline prices. The results indicate that market concentration differentially impacts high versus low priced fares, as predicted by the theoretical model. More specifically, there is a decrease in the ratio of high- to low-quality fares as markets become more concentrated, after controlling for numerous factors that may affect prices through costs and market characteristics. The ratio of medium- to low-quality fares, however, increases with less competition. From a welfare perspective, it is interesting to observe that not all travelers are affected in the same way by a decrease in the level of competition. Business travelers, who purchase high priced fares, end up paying relatively lower prices in more concentrated markets while leisure travelers pay more.

Managerial accounting “cost-plus” pricing models assume that a firm would adjust selling prices to “pass through” an increase or decrease in the costs of inputs. We find some evidence of airline pricing power -- managers opportunistically retain selling prices when fuel costs decrease. We also document pricing behavior that is more consistent with consumer power: airlines absorb a larger portion of commodity cost increases than they enjoy commodity costs decreases. Further, the periods of airline pricing power and consumer power correlate rationally with the changes in the economic environment within the airline industry. Managers offset margins eroded by commodity fuel cost increases by reducing employee compensation, increasing long-term debt, and by depleting cash reserves. Retained cost savings reverse some of those trends.

Airline Industry Abstract: We study dispersion in the prices that an airline charges to different customers on the same route. Such variation in airline fares is substantial: on average the expected absolute difference in fares between two of an airline's passengers on a route is thirty-six percent of the airline's average ticket price on the route. The pattern of price disperison that we find does not seem to be explained solely by cost differences. Dispersion is higher on more competitive routes, possibly reflecting a pattern of discrimination against customers who are less willing to switch to alternative flights or airlines. We argue that the data support an explanation based on theories of price discrimination in monopolistically competitive markets. Book excerpt: It is a generally accepted belief in marketing literature that variation in prices, i.e. price dispersion, is a critical, strategic factor that influences product demand, profitability, and social welfare. While there is a substantial amount of research on price dispersion, prior research has mainly studied price dispersion in the context of consumer heterogeneity, and not comprehensively studied the effects of competition on price dispersion. According to the structure-conduct-performance (SCP) paradigm, market structure and firm conduct are important indicators of firm performance and long-term sustainable competitive advantage. A greater understanding of the influences of market structure and competition on price dispersion provides valuable insights and extends the stream of research on price dispersion. Therefore, the main objective of this dissertation is to increase the understanding of the effects of strategic price competition on price dispersion. Specifically, this research encompasses an evaluation of the effects of strategic price competition in a multi-market context on price dispersion by focusing on market and competition characteristics. The effects of strategic price competition on price dispersion of airline ticket prices are empirically evaluated based on an extensive database from the U.S. Department of Transportation. The results of this study show that multi-market contact between rival firms and the interaction of multi-market contact and market concentration have a significant effect on price dispersion. These results have important academic and managerial implications.

Theory suggests that such a behaviour exposes firms to intertemporal competition and exerts downwards pressure on prices. However, little evidence exists to demonstrate the outcome effect and the magnitude effects of such consumer behavior. This paper fills this gap by providing evidence for the effects of strategic consumer behaviour supported by online decision support tools. Online decision support tools that provide consumers with information about future distributions of prices support strategic consumer behavior. This paper studies whether the availability of such information affects transacted prices. We conduct an empirical analysis in the context of the airline industry, where airfares are associated with frequent changes. We study the effect at the route level and find significant price differences between routes for which airfare prediction information is available, and routes without airfare prediction information. We find that the availability of information about future fare distributions is associated with lower transacted airfares. This effect was consistent across the different fare percentiles and amounted to transactions with prices approximately 3% lower. We further find that while the magnitude of the effect is most profound shortly after route fare prediction information is introduced, the negative effect on transacted airfares persists in the long run. Interestingly, we do not find evidence that low cost carriers are affected by such availability of information, whereas legacy carriers are affected across all fare percentiles. Our results lend support to the notion that price prediction decision tools make a statistically significant economic impact. Presumably, consumers are able to exploit the information available online and behave more strategically.
