Book excerpt: This paper introduces a dynamical extension to the theoretical framework proposed by Slim (2009), where the author analyzes price formation in illegal markets. We develop a simple model with two regimes that can show a rich variety of dynamic behaviors, such as cyclical or even chaotic fluctuations without needing changes in exogenous variables. It is important to note that this analysis does not use random shocks to introduce irregular fluctuations; these arise because of the presence of intrinsic forces associated with nonlinear relations. This model can provide intuitions to explain price changes in illegal markets, particularly in drug ones, where price dynamics can become unpredictable given both the dangerous environment and the unequal degree of trust between the participants in these markets.

Cocaine, heroin, and methamphetamines continue to cause great harm in the country, particularly in minority communities in the major cities. Marijuana use remains a part of adolescent development for about half of the country's young people, although there is controversy about the extent of its harm. Given the persistence of drug demand in the face of lengthy and expensive efforts to control the markets, the National Institute of Justice asked the National Research Council to undertake a study of current research on the demand for drugs in order to help better focus national efforts to reduce that demand. This study complements the 2003 book, Informing America's Policy on Illegal Drugs by giving more attention to the sources of demand and assessing the potential of demand-side interventions to make a substantial difference to the nation's drug problems. Understanding the Demand for Illegal Drugs therefore focuses tightly on demand models in the field of economics and evaluates the data needs for advancing this relatively undeveloped area of investigation.

Book excerpt: It is widely believed that monopoly control, based on violence, corruption or risk-spreading, is characteristic of markets for illegal goods and services, such as marijuana and bookmaking. This essay examines the effects on the organization of a market arising from changing the status of a good or service from legal to illegal. In general, it can be shown that illegal enterprises are likely to be smaller than their legal counterparts. The most important reasons for this are the lack of external credit markets, itself a consequence of the non-existence of audited records, the lack of court enforceable contracts, and the need to restrict knowledge of participation in the enterprise. The inability to advertise or to create goodwill for the enterprise itself, as opposed to goodwill for its agents, is also significant. Corruption is likely to affect the organization of the market only under special circumstances, where there is a single agency which monopolizes enforcement. Though that condition held for most illegal markets thirty years ago enforcement now is fragmented and overlapping, which inhibits an agency from granting a monopoly franchise. The introduction of violence does not in general change this result. The use of violence to acquire market power can occur only where there is a ready focus for that violence. Most illegal markets lack either time or space consistency that would permit exclusion of competition. Some comments about the optimal use of violence are offered. The final section offers some analysis of the plausibility of using illegal market enforcement as an instrument of organized crime control. There have been systematic changes in the set of opportunities available to organized crime members; illegal markets no longer are so central to the power and income of organized crime. The shift from gambling to narcotics markets has also weakened the link between organized crime and illegal markets.

Book excerpt: Tobacco use has declined because of measures such as high taxes on tobacco products and bans on advertising, but worldwide there are still more than one billion people who regularly use tobacco, including many who purchase products illicitly. By contrast to many other commodities, taxes comprise a substantial portion of the retail price of cigarettes in the United States and most other nations. Large tax differentials between jurisdictions increase incentives for participation in existing illicit tobacco markets. In the United States, the illicit tobacco market consists mostly of bootlegging from low-tax states to high-tax states and is less affected by large-scale smuggling or illegal production as in other countries. In the future, nonprice regulation of cigarettes - such as product design, formulation, and packaging - could in principle, contribute to the development of new types of illicit tobacco markets. Understanding the U.S. Illicit Tobacco Market reviews the nature of illicit tobacco markets, evidence for policy effects, and variations among different countries with a focus on implications for the United States. This report estimates the portion of the total U.S. tobacco market represented by illicit sales has grown in recent years and is now between 8.5 percent and 21 percent. This represents between 1.24 to 2.91 billion packs of cigarettes annually and between $2.95 billion and $6.92 billion in lost gross state and local tax revenues. Understanding the U.S. Illicit Tobacco Market describes the complex system associated with illicit tobacco use by exploring some of the key features of that market - the cigarette supply chain, illicit procurement schemes, the major actors in the illicit trade, and the characteristics of users of illicit tobacco. This report draws on domestic and international experiences with the illicit tobacco trade to identify a range of possible policy and enforcement interventions by the U.S. federal government and/or states and localities.

Book excerpt: Economists argue that rich information environments and formal enforcement of contracts are necessary to prevent market failures when information asymmetries exist. We test for the necessity of formal enforcement to overcome the problems of asymmetric information by estimating the value of information in an illegal market with a particularly rich information structure: the online market for male sex work. We assemble a rich dataset from the largest and most comprehensive online male sex worker website to estimate the effect of information on pricing. We show how clients of male sex workers informally police the market in a way that makes signaling credible. Using our institutional knowledge, we also identify the specific signal male sex workers use to communicate quality to clients: face pictures. We find that there is a premium to information and that it is due entirely to face pictures. More importantly, the premium is in the range of premiums to information estimated for legal markets. We also show that the evidence is inconsistent with alternative explanations such as beauty premiums. The findings provide novel evidence on the ability of rich information environments to overcome the problems of asymmetric information without formal enforcement, and show that the value of information in illegal markets is similar to its value in legal markets.
