Using the tools of political economy, he considers why some integration schemes have succeeded while many others have failed; what forces drive the process of integration; and under what circumstances outside countries seek to join. Unlike traditional political science approaches, the book stresses the importance of market forces in determining the outcome of integration; but unlike purely economic analyses, it also highlights the impact of institutional factors. The book will provide students of political science, economics, and European studies with a framework for the study of international cooperation.

Book excerpt: November 1997 Regional trade agreements among small countries may have negative welfare implications for nearby countries excluded from the agreement--but they sometimes benefit from being excluded. Standard theory says that a country's welfare is unaffected by being excluded from a small regional trade agreement. But for most products, small countries and regional trade agreements do have some measure of market power. Such market power can arise if (1) supply is geographically concentrated; (2) tastes differ; (3) there is product differentiation (such as quality); (4) transport costs are high; (5) the principal importing countries impose quantitative restrictions; and (6) there is hysterisis because of irreversible costs. The authors show, based on two case studies, that regional trade agreements among small countries may have negative welfare implications for outside countries. In the first case, they find that Argentina's cattle and beef exports to Peru fell when Peru formed a regional trade agreement (the Andean Pact) with various countries, including Colombia, and exporter of the same products. Argentina also lost because of the higher unit price it received on its exports to Peru. Interestingly, Venezuela's entry into the Andean Pact (that is, the formation of a larger bloc) seems to have resulted in a welfare gain for the outside country (Argentina). In the second case, rather than examine whether formation of the Central American Common Market (CACM) had a negative impact on outside countries (for which they lacked data), they examine the impact of the CACM's breakdown on member countries. Although the CACM has essentially been trade-diverting for manufactures, it seems to have been trade-creating for white maize, with both importing and exporting member countries gaining from the regional trade agreement. So, one would expect that a breakdown of the CACM, which resulted in member countries becoming relatively more outsiders to the bloc, may have led to a decline in the welfare of both the exporting and importing member countries. This is supported by the data, and implies that if one of the five member countries had been left out of the CACM, it would have been worse off where white maize was concerned. Or will it lead to a more open multilateral trading system? Using a multicountry political economy model, and after having shown that global free trade is optimal, I investigate the possibility of achieving it through regionalism. An outsider country considering entering a trading block must weigh the tradeoff between the costs of opening its own market to more foreign competition and the gains from getting better access to the bloc's preferential market. The gain of access is always larger, so an outsider would always want to apply for membership in the existing bloc. If the bloc policy is open membership, its expansion would result in global free trade. But if member countries can accept or reject new members, expansion of the bloc is unlikely to yield global free trade. When deciding whether to accept or reject a new member, an insider compares the gains from getting preferential access to the new member's market with the losses from having to share its original preferential market with the new member. When the bloc is small, the gains are large enough to offset the losses, so insiders are willing to accept new members. As the bloc expands, the insiders' incentive for expanding decreases, eventually to zero. If only one regional integration arrangement were allowed to form, insiders would stop accepting new members when half the world belonged to the bloc. The remaining outsiders would probably form a bloc of their own, which would lead members of the original bloc to increase its size in anticipation of the creation of the second bloc. The threat of regionalism by outsiders would foster larger regional integration arrangements. In this model, the typical subgame perfect equilibrium would be two blocs, one of them containing roughly two-thirds of the world, the other containing roughly one-third. Even if blocs form and merge simultaneously, yielding progressively larger symmetrical blocs, they would fail to converge in a single bloc unless the external tariff were low enough. In other words, global free trade could be achieved through bloc expansion if trading blocs lowered their external tariffs when abolishing their internal tariffs.

The current crisis will not and should not deter the progress that the region has made toward financial openness and integration. However, events like this clearly demonstrate that financial liberalization and integration is not without risks. Hence, emerging Asian economies' growing financial ties have motivated us to look closer at the repercussions of increased financial integration and evaluate the benefits of risk sharing and better access to international capital markets against the costs of cross-border financial contagion. The crisis also presents a timely opportunity for the region’s policy makers to rethink their strategies for financial deregulation and liberalization and to reconsider a next step to integrate emerging East Asia’s financial markets further. However, doing so requires deeper understanding of financial market integration. While much has been said in both academic and policy circles about financial globalization and regional financial integration as separate areas of study, existing research has been relatively silent on the dynamics between these two distinctive forces. The book addresses this gap in financial literature and assesses financial integration in emerging East Asia at both regional and global levels. The publication studies the factors driving the progress of regional financial integration in relation to financial globalization and identifies the relevant policy challenges facing emerging market economies in the region. Chapters look into three broad aspects of regional and global financial market integration: (i) measurement of regional and global financial integration, (ii) understanding dynamics of regional financial integration versus global financial integration, and (iii) welfare implications from regional financial market integration amid financial globalization.
