Bitcoin is modeled as a token digital currency, a medium of exchange with no intrinsic value that is transacted within a defined electronic network. Per Metcalfe's law, the value of a network is a function of the number of pairs transactions possible, and is proportional to n-squared. A Gompertz curve is used to model the inflationary effects associated with the creation of new bitcoin. The result is a parsimonious model of supply (number of bitcoins) and demand (number of bitcoin wallets), with the conclusion bitcoin's price fits Metcalfe's law exceptionally well. Metcalfe's law is used to investigate Gandal's et.al. [2018] assertion of price manipulation in the Bitcoin ecosystem during 2013-2014.

Bitcoin and other cryptocurrencies can be modeled as such: if Metcalfe's Law is true, then it is possible to forecast prices using the size of the network. I test this assertion by a cointegration test between price and an adjusted number of wallets' connections. It is stated that the series do not cointegrate, rejecting the Metcalfe's Law. A first-differences model is employed to further analyse the relation between returns and variations in the number of wallets. It is stated that Metcalfe's Law consistently predicts the trend in the value of Bitcoin; nevertheless, it is not possible to reject the reverse causation of Bitcoin returns leading to new wallets.

Book excerpt: In this paper the authors investigate the statistical properties of some cryptocurrencies by using three layers of analysis: alpha-stable distributions, Metcalfe's law and the bubble behaviour through the LPPL modelling. The results show, in the medium to long-run, the validity of Metcalfe's law (the value of a network is proportional to the square of the number of connected users of the system) for the evaluation of cryptocurrencies; however, in the short-run, the validity of Metcalfe's law for Bitcoin is questionable. According to the bidirectional causality between the price and the network size, the expected price increase is a driver for more investors to join the Bitcoin network, which may lead in the end to a super-exponential price growth, possibly due to a herding behaviour of investors. The authors then used LPPL models to capture the behaviour of cryptocurrencies exchange rates during an endogenous bubble and to predict the most probable time of the regime switching. The main conclusion of this paper is that Metcalfe's law may be valid in the long-run, however in the short-run, on various data regimes, its validity is highly debatable.
