From 1977 to 1996 these companies have made 110 issues of public and private seasoned equity and 137 public issues of straight debt. Managers of Dutch companies are entrenched. For this reason a discrepancy exists between managerial decisions and shareholder reactions. Confirming Zwiebel (1996) we find that Dutch managers avoid the disciplining role of debt allowing them to overinvest. However, the market reactions show that this overinvestment behavior is recognized. We do not find a confirmation of the adverse selection model of Myers and Majluf (1984). This is probably due to the entrenchment of managers and the prevalence of rights issues.

Consistent with the creditor alignment hypothesis, we find a positive relation between managerial entrenchment and leverage in diversified firms. In contrast, we find a negative relation between managerial entrenchment and leverage in focused firms, which supports the managerial entrenchment hypothesis. These effects are stronger or only exist in samples with low excess values, which supports the agency channel through which governance influences leverage decisions. The results are robust to different measures of leverage, diversification, and governance, and continue to hold when we correct for selection bias and account for the joint endogeneity of leverage, diversification, and governance. Our evidence shows that the conflict in the literature on the relation between leverage and managerial entrenchments is because earlier empirical studies do not condition on the diversification status of firms. Entrenched managers in focused firms eschew leverage, whereas entrenched managers in diversified firms take advantage of their better access to debt finance and use more financial leverage.

In this paper we argue that capital structure choices themselves are affected by the same agency problem. We show that, in general, the shareholders' and the manager's capital structure choices differ not only in their levels, but also in their sensitivities to the cost of financial distress and taxes. We argue that only the managerial perspective can explain why firms are generally reluctant to issue equity, why they issue it only following a stock price run-up, and why Corporate America recently deleveraged under the same tax system that supposedly generated the increase in leverage in the 1980s.

Book excerpt: The question of whether ownership matters remains an important one in corporate financial policy. The types of owners of the means of production in an economy and the extent to which ownership is concentrated or diffused are important issues for an economy because they may have important effects on the leadership and control of such firms. Such effects influence the economy at macro level. The work by Berle and Means (1932:47) was based on firms owned by many shareholders with small ownership stakes, which were run by professional managers who had little or no ownership, leading to questions of ownership and corporate performance. Important decisions have to be made in firms regarding capital structure and performance. Although the literature covers the effects of concentration and types of ownerships on capital structure and corporate performance, the results are mixed. Theoretical studies explain factors that affect leverage and corporate performance but empirical studies provide inconclusive results. The questions pertaining to the effects of ownership concentration on leverage and corporate performance persist, with different institutional settings contributing to the lack of generalisable results. Inconclusive results are also attributed to the different statistical methods employed and the time periods of such studies. Few studies combine several ownership types and ownership concentration to analyse their effects on capital structure and corporate performance, especially in developing countries. Therefore, the purpose of this research was to investigate the effects of ownership on capital structure and corporate performance in South Africa. Ownership in this study was subdivided into ownership concentration and ownership type. The Herfindahl index was the measure of ownership concentration at the top one, two, three, five and 10 shareholding levels and the types of ownerships consisted of institutional investors, families, government, management, foreigners, companies, Public Investment Corporation, black people and other shareholders. Dependent variables in the relationship with capital structure were long-term debt, short-term debt and total debt ratios based on market value and book value, and the leverage factor. Corporate performance was measured by return on assets, return on equity, TobiniÌ8℗¿℗ưs Q, economic value-added and market value-added as the dependent variables. Capital structure and other theories were used to examine the relationship between ownership and capital structure and results from previous studies were also used to investigate the relationship between ownership and corporate performance. To achieve these objectives, the research used an unbalanced panel of data from 205 non-financial companies listed for an 11-year period from 2004 to 2014 and the fixed effects and the generalised method of moments models to analyse the data. The study found that ownership concentration, ownership by the Public Investment Corporation and black people had negative effects on capital structure. An implication for ownership concentration is that as it increased, the shareholders preferred to use less debt, perhaps meaning that they did not consider it important to take advantage of the monitoring capability associated to debt. Similar reasoning could be attributed to the Public Investment Corporation although an aversion to risk could also be a possible explanation. Due to the way black shareholdings have traditionally been funded in South Africa, such shareholders could shun debt. Ownership by institutions, families, directors, companies and foreigners had positive effects on capital structure. These results implied that some shareholders, such as institutional investors, companies and foreign investors could prefer to use debt in monitoring management. Findings for managerial ownership and capital structure could imply that these types of shareholders used debt to avoid diluting their shareholdings due to their limited wealth. The effect of government ownership on capital structure was mixed. Foreign ownership and ownership by other shareholders had positive effects on corporate performance. The implications of these findings are that foreign investors monitor and provide skills and technology to their investee firms, thereby increasing the performance of these firms. Ownership by management, institutions, black shareholders and the Public Investment Corporation had negative effects on corporate performance. These findings could imply managerial entrenchment, lack of monitoring by the Public Investment Corporation and institutional investors or low levels of shareholdings to enable them to commit resources to investee firms and inadequate experience on the part of black shareholders.

Book excerpt: The three essays constituting this thesis focus on financing and cash management policy. The first essay aims to shed light on why firms issue debt so conservatively. In particular, it examines the effects of shareholder and creditor protection on capital structure choices. It starts by building a contingent claims model where financing policy results from a trade-off between tax benefits, contracting costs and agency costs. In this setup, controlling shareholders can divert part of the firms' cash ows as private benefits at the expense of minority share- holders. In addition, shareholders as a class can behave strategically at the time of default leading to deviations from the absolute priority rule. The analysis demonstrates that investor protection is a first order determinant of firms' financing choices and that conflicts of interests between firm claimholders may help explain the level and cross-sectional variation of observed leverage ratios. The second essay focuses on the practical relevance of agency conflicts. De- spite the theoretical development of the literature on agency conflicts and firm policy choices, the magnitude of manager-shareholder conflicts is still an open question. This essay proposes a methodology for quantifying these agency conflicts. To do so, it examines the impact of managerial entrenchment on corporate financing decisions. It builds a dynamic contingent claims model in which managers do not act in the best interest of shareholders, but rather pursue private benefits at the expense of shareholders. Managers have discretion over financing and dividend policies. However, shareholders can remove the manager at a cost. The analysis demonstrates that entrenched managers restructure less frequently and issue less debt than optimal for shareholders. I take the model to the data and use observed financing choices to provide firm-specific estimates of the degree of managerial entrenchment. Using structural econometrics, I find costs of contro.

Book excerpt: This thesis focuses on whether the decisions of firms' external financing activities are influenced by ownership structure, market timing, or public media in the UK context. Chapter 2 examines the effect of ownership on firm capital structure by using a universal sample of UK firms over the period 1998-2009. The empirical results show that the relation between managerial share ownership (MSO) and leverage level is non-monotonic. This study further investigates the effect of ownership on firm financial issuance activities. The finding suggests that firms with higher MSO are more likely to choose equity issues instead of bonds, supporting the theory that managers have more incentive to avoid the bankruptcy risk associated with a bond issue. Further, this study finds a hot (cold) stock market valuation strengthens (weakens) this positive effect of higher MSO on the likelihood of equity issue. Chapter 3 analyzes the role of ownership characteristics in a firm's choice of seasoned equity offering (SEO) methods, offer price discount, and market reactions to SEO announcements. This chapter examines UK firms' choices of seasoned equity issue methods, particularly the differences between rights offers (ROs), placings (PLs), open offers (OOs), and combinations of placing and open offer (PLOOs). This study finds that ownership-concentrated firms prefer rights or open offers to placings, supporting the argument that large shareholders favour right-preserving issues as the SEO method to maintain benefits of control. Consistent with the managerial entrenchment hypothesis, the results indicate that firms with high managerial ownership are more likely to choose placing as the SEO method. This study also suggests that firms with lower institutional ownership are more likely to conduct placing to improve monitoring. Chapter 4 investigates the role of the news media in SEOs in the UK market. The results show that issuers with positive (negative) media news are likely to price SEO shares higher (lower) and have higher (lower) announcement returns. This finding supports the argument that the media has impact on stock price through affecting investor expectations. Moreover, this study finds that issuers with greater pre-SEO media coverage are likely to have a more negative market response to the announcement, which strongly supports Merton's investor recognition model.
