Book excerpt: This paper argues that a model of the aggregate labor market that incorporates the observed extent of job-to-job transitions can explain all the cyclical volatility in vacancy and unemployment rates in U.S. data in response to shocks of the observed magnitude. The key to this result is the complementarity between on-the-job search and costly hiring that leads employers to expect a higher payoff from recruiting employed searchers. This higher expected payoff explains why firms recruit more when the number of employed searchers is high during periods of low unemployment.

This paper examines various factors that contribute to the decision to search for a new or different job and the extensiveness of resulting job searches. I pay particular attention to the effect of unemployment rates on searching, contending that because the unemployment rate is a measure of demand for labor, it should also alter job search behaviors. As the shape of the labor market changes, the chance of a worker being matched to an employer also changes: a higher unemployment rate makes it more difficult to find a job while a lower unemployment rate favors job searchers. Workers should respond to these shifts by altering their job search behaviors to increase the likelihood of being matched to an employer. By using more job search methods, workers exploit more sources of information about potential job openings. Thus, when unemployment rate is high, job searchers should use more extensive searches. Using data from the NLSY97, I show that the job search behaviors of young workers are sensitive to shifts in the unemployment rate. Young workers' job search behaviors change with fluctuations in the unemployment rate in both predictable and surprising ways.

Robert Shimer shows analytically and quantitatively that rigid wages are important for explaining the volatile behavior of the unemployment rate in business cycles. The book focuses on the labor wedge that arises when the marginal rate of substitution between consumption and leisure does not equal the marginal product of labor. According to competitive models of the labor market, the labor wedge should be constant and equal to the labor income tax rate. But in U.S. data, the wedge is strongly countercyclical, making it seem as if recessions are periods when workers are dissuaded from working and firms are dissuaded from hiring because of an increase in the labor income tax rate. When job searches are time consuming and wages are flexible, search frictions--the cost of a job search--act like labor adjustment costs, further exacerbating inconsistencies between the competitive model and data. The book shows that wage rigidities can reconcile the search model with the data, providing a quantitatively more accurate depiction of labor markets, consumption, and investment dynamics. The most important phenomenon to explain and understand in a recession is the sharp decline in employment and jump in unemployment. This chapter for the Handbook of Macroeconomics considers explanations based on frictions in the labor market. Earlier research within the real business cycle paradigm considered frictionless labor markets where fluctuations in the volume of work effort represented substitution by households between work in the market and activities at home. A preliminary section of the chapter discusses why frictionless models are incomplete they fail to account for either the magnitude or persistence of fluctuations in employment. And the frictionless models fail completely to describe unemployment. The evidence suggests strongly that consideration of unemployment as a third use of time is critical for a realistic model. The two elements of a theory of unemployment are a mechanism for workers to lose or leave their jobs and an explanation for the time required for them to find new jobs. Theories of mechanism design or of continuous re-bargaining of employment terms provide the first. The theory of job search together with efficiency wages and related issues provides the second. Modern macro models incorporating these features come much closer than their predecessors to realistic and rigorous explanations of the magnitude and persistence of fluctuations.

Rising search by employed workers in a boom amplifies the incentives of firms to post vacancies. In turn, more vacancies induce more on-the-job search. In our baseline calibration, this allows the model to generate fluctuations of unemployment, vacancies, and labor productivity whose magnitudes are close to the data, and leads output to be highly autocorrelated.

In The Minimum Wage and Labor Market Outcomes, Christopher Flinn argues that in assessing the effects of the minimum wage (in the United States and elsewhere), a behavioral framework is invaluable for guiding empirical work and the interpretation of results. Flinn develops a job search and wage bargaining model that is capable of generating labor market outcomes consistent with observed wage and unemployment duration distributions, and also can account for observed changes in employment rates and wages after a minimum wage change. Flinn uses previous studies from the minimum wage literature to demonstrate how his model can be used to rationalize and synthesize the diverse results found in widely varying institutional contexts. He also shows how observed wage distributions from before and after a minimum wage change can be used to determine if the change was welfare-improving. More ambitiously, and perhaps controversially, Flinn proposes the construction and formal estimation of the model using commonly available data; model estimates then enable the researcher to determine directly the welfare effects of observed minimum wage changes. This model can be used to conduct counterfactual policy experiments—even to determine “optimal” minimum wages under a variety of welfare metrics. The development of the model and the econometric theory underlying its estimation are carefully presented so as to enable readers unfamiliar with the econometrics of point process models and dynamic optimization in continuous time to follow the arguments. Although most of the book focuses on the case where only the unemployed search for jobs in a homogeneous labor market environment, later chapters introduce on-the-job search into the model, and explore its implications for minimum wage policy. The book also contains a chapter describing how individual heterogeneity can be introduced into the search, matching, and bargaining framework.

In contrast to the standard search and matching model with Nash-Bargaining sharing rule, this paper demonstrates that as reflecting internal pressure (incentive provision) as well as external pressure (market fluctuation), wages become sticky, which amplifies fluctuations in unemployment and vacancies.
