Book excerpt: In recent years, dynamic debate has arisen as to the desirability and feasibility of creating a monetary union in East Asia. While the debate has relied heavily on the theory of optimum currency areas, this theory has weaknesses in explaining the actual formation of monetary unions. At this point, political economy analysis appears to demonstrate stronger explanatory power. This paper provides a systematic review of the main developments in the literature on optimum currency area theory and in the political economy literature on monetary union. In addition, it addresses the feasibility of an East Asian monetary union, by applying the findings in these two academic strands to the region. It finds that even though formation of an East Asian monetary union may be to some extent feasible from an economic perspective, the region's political situation does not appear favourable for creation of one.

Asia has much catching up to do if they consider EU as the existing blueprint for success. As EU has experienced long integration and preparation process, a similar route might also bring ASEAN closer to a currency union. Economic integration in ASEAN started exactly ten years after the signing of the Treaty of Rome, through the formation of ASEAN. However, it only gained momentum after the 1997 Asian Financial Crisis which is considered an important milestone in East Asian integration. The monetary authorities in ASEAN members should first link their own home currencies to the Asian Currency Unit before they turn attention to achieving regional monetary integration which paves the way to have ASEM monetary integration. ASEAN is less plausible for a currency union than EU in general. In addition, ASEAN are less responsive to country specific shocks so that adjustment process would be more costly and require longer time. However, a subgroup of ASEAN including Korea, Singapore, Malaysia, Indonesia and Thailand might be good candidates for a currency union since they appear highly synchronized.

In fact, this kind of trade regionalism, would be enriched and concluded when, following the example of the European Monetary Union, the Pacific Rim countries were united under a single currency (although this situation would result in costs such as-the most important-the reduction of monetary sovereignty in favor of a supra-national organism).The theory that studies by the end of the sixties the costs and benefits of a monetary union is that developed by Robert Mundell-later expanded to other contributions-the “optimum currency areas”. It identifies how the cost for future members of the monetary union is bigger than the increase in the risk of asymmetric shocks and less when they are exposed to the possibility of being subjected to the same or similar shock. The asymmetry is reduced by the degree of trade integration between countries (McKinnon), the level of mobility of labor and possible systems of intra-regional fiscal transfers. This study, examining a specific area of South East Asia, will focus on the symmetry of the structural shocks considering it as a precondition for forming an OCA. In particular, we will carry out a VAR to several variables in order to identify, through the function “impulse-response”, the time required to a hypothetical asymmetric shock to be distributed among all the countries in the area.

Book excerpt: Since the 1997 Asian currency crisis, new interest has emerged in the formation of a common currency area in East Asia. This paper provides estimates of trade and welfare effects of East Asian currency unions, using a micro-founded gravity model. Counter-factual experiments to assess the effects of various hypothetical currency arrangements for East Asia suggest that an East Asian currency union will double bilateral trade in the region, but the resulting welfare effects will be moderate. However, if Japan, a major trade partner for East Asia, is included in the union, welfare effects increase substantially. The evidence thus suggests that certain regional currency arrangements in East Asia will stimulate regional trade rigorously and can generate economically significant welfare gains.

First is the optimum domain of fixed exchange rates versus keeping them flexible. Second is the subordinate debate on whether one needs full monetary union (as in continental Europe) to secure an optimum currency area's internal domain; or, whether virtually fixed exchange rates - where national currencies remain in circulation - can be sufficient. Third is whether a regional grouping of economies with close trade ties (as in East Asia) gain by collectively pegging to an outside currency such as the US dollar. Using an axiomatic approach, which limits the set of cross-country financial claims to what is feasible, I analyse how best to both share and reduce macroeconomic risks on these three levels.
