Book excerpt: Budgetary slack is a heavily researched topic in the field of management accounting, but the heterogeneous nature of prior research blurs our understanding of this important topic. In this paper, we provide a structured overview of research on budgetary slack published in top-tier accounting and business ethics journals and reach the following conclusions: Participative budgeting can create or reduce budgetary slack. Less slack is created under truth-inducing pay schemes compared to slack-inducing schemes. Additionally, slack creation is affected by budget users' risk attitudes and information asymmetry. Information asymmetry increases budgetary slack, but that effect is influenced by multiple factors, including budgetary participation and information systems. Fairness and reputation concerns decrease budgetary slack, but ethics concerns do not. Finally, the analysis revealed that social norms decrease slack and peer influence moderates the effect. We show that research in this field focuses mainly on psychological perspectives to analyse individuals' budget-related behaviour. Experimental research was determined to be the most frequently used research method. An analysis of current experiments shows growing numbers of investigations of budgetary slack as a proxy of honesty in managerial reporting.

In this study, I investigate the influence of this information on managers' budget reporting honesty in the upcoming periods. The findings from a laboratory experiment reveal that managers report more honestly when the past cost budgets are low than when the past cost budgets are high. The analyses suggest that motivated reasoning processes rather than anchoring lead to this result, which means that high past budgets provide managers with ample room for making opportunistic reinterpretations, whereas low past budgets decrease this moral wiggle room. Furthermore, if the past budgets are both high and low, managers report less honestly than when past budgets are only low. In the former case, having information about one high past budget already provides enough room to justify opportunistic reporting. Supplemental analyses suggest that managers' honesty converges over time, once past budget information is no longer communicated to them. Organizations may consider these hidden effects when communicating historical information in participative budgeting.

Book excerpt: Research in budgeting suggests that subordinates may exhibit economically significant degrees of honesty, in spite of pecuniary incentives to do otherwise. This study continues the exploration of honesty in budgeting along two dimensions. First, unlike prior experiments, we measure the incremental effect of honesty by manipulating whether budget requests are made in the form of a factual assertion or not. Second, prior designs may have emphasized the ethical dimension of budgeting by granting the subordinate wide discretion over setting the budget, whereas we manipulate whether the subordinate or the superior has final authority over setting the budget. We find that less slack is created when budget communication requires a factual assertion in the subordinate authority treatment, but not when the superior has final authority. Hence, we find an incremental effect of honesty only when the subordinate has final authority. We conjecture, and provide some evidence, that this is due to subordinates framing the superior authority situation as one of negotiation where each party acts in his or her self-interest, rather than as an ethical dilemma. This view, that budgeting is essentially devoid of ethical considerations, is consistent with some recent characterizations of budget practices.

Book excerpt: Firms still rely on decentral managers participating in the budgeting process when preparing budgets. However, managers are incentivized to misreport their private information, decreasing the value of participative budgeting. This thesis focuses on how peers influence managerial honesty by establishing social norms. Specifically, I investigate how managerial honesty in open internal reporting environments is affected by peers when peer sanctioning is possible. Results of two experiments show that the possibility of peer sanctioning can increase honesty under certain conditions. The combination of experiments and agent-based modeling provides additional support for a social norm of honesty as the underlying mechanism.
