Book excerpt: Essence of the lemons problem of Akerlof (1970) is not easy to communicate to practitioners, particularly practitioners in realm of commercial banking. Commercial bankers, particularly those located in developing or emerging countries typically find it difficult to understand how in face of increase in deposit costs, a decrease in lending rates can generate more shareholder value than an increase in lending rates. This case utilizes financial statements of one of the leading and largest commercial banks in Nigeria (ranked top five in size) to provide real life illustration of emergence and correction of a lemons problem within context of commercial banking. The link between the lemons problem and share valuations is explicitly explored. Teaching Notes are available to instructors upon request from the case study author.

The review shows that while the current economic situation is benign, the financial soundness indicators (FSIs) point to increasing vulnerabilities. The economic outlook is currently positive. Moreover, financial inclusion is growing rapidly as mobile money services are quickly adopted. However, the FSIs suggest growing vulnerabilities and possibly some idiosyncratic stress in the banking sector. As a result of data quality and availability issues, it is difficult to make a more in-depth assessment of financial stability and potential vulnerabilities. The financial sector structure is, to some extent, a mitigant to the potential financial stability vulnerabilities. All banks are part of foreign financial groups that they can fall back on during periods of stress. While the current economic situation is benign, it is an opportune moment to develop the necessary capacity to handle potential financial stability vulnerabilities. As a priority, on and offsite supervision and the availability and quality of data on the banking sector, and in a later stage also for the other financial sectors, should be significantly improved, and the regulatory framework for banks should be modernized.

New foreign exchange measures, rising oil prices, attractive yields on government securities, and a tighter monetary policy have contributed to better foreign exchange availability, increased reserves to a four-year high, and contained inflationary pressures. Economic growth reached 0.8 percent in 2017, driven mainly by recovering oil production. Inflation declined to 15.4 percent year-over-year by end-December, from 18.5 percent at end-2016. Higher oil prices are supporting the near-term projections, but medium-term projections indicate that growth would remain relatively flat, with continuing declines in per capita real GDP under unchanged policies.
