Book excerpt: This Technical Note assesses the macroprudential institutional framework and policies in New Zealand. New Zealand has a strong institutional framework for macroprudential policy. This framework is based on a clear mandate for financial stability operationally clarified by a memorandum of understanding. The Reserve Bank of New Zealand is the single prudential regulator with responsibility and authority for supervision of financial institutions and macroprudential policies. A clear mandate for financial stability, independent decision making, transparent communication, and external accountability form the basis of the strong framework that was put in place. Institutional arrangements could be strengthened further by making the procedures to adjust the macroprudential framework more transparent.

Imbalances in the housing market, banks’ concentrated exposures to the dairy sector, and their high reliance on wholesale offshore funding are the key macro-financial vulnerabilities. The banking sector has significant exposure to real estate and agriculture, is relatively dependent on foreign funding, and is dominated by four Australian subsidiaries. A sharp decline in the real estate market, a reversal of the recent recovery in dairy prices, deterioration in global economic conditions, and tightening in financial markets would adversely impact the system. Despite these vulnerabilities, the banking system is resilient to severe shocks. Strengthening the macroprudential framework is important.

Book excerpt: In this thesis, I explore the past, present, and future of New Zealand's financial stability through the estimation of New Zealand's medium-term financial cycle; a close examination of New Zealand's 1984 currency crisis; and a theoretical consideration of the interaction of monetary policy and macro-prudential policy in pursuit of financial stability outcomes. My results suggest that the nature of the New Zealand financial cycle changed fundamentally after the liberalising reforms of the mid-1980s, leading to greater synchronisation with international capital markets; that the 1984 currency crisis was the result of self-fulfilling market expectations, coordinated by the announcement of a snap election; and that using monetary policy to address financial stability (a policy approach also known as "leaning against the wind") would only be appropriate if the macro-prudential regulator had a low level of risk-sensitivity, and if the macro-prudential instrument is well-tested and known to be effective over the financial stability objective.

Book excerpt: This Selected Issues paper discusses interactions between external risks and the New Zealand economy. The current set of external risks has the potential to be extremely damaging to New Zealand, but two factors would likely mitigate the economic impact. First, the flexible exchange rate regime is a reliable shock absorber and automatic stabilizer from the perspective of GDP, although it leads to a rebalancing between the domestic and external sectors in the economy. Second, net migration flows can reduce the negative impact of lower external demand under some circumstances, such as a growth slowdown in Australia. Fiscal policy could also offset some of the short-term costs of adjustment. Fiscal policy can provide stimulus at relatively small and manageable cost to the already-low government debt to GDP ratio. Moreover, at the current juncture, fiscal policy might need to provide the bulk of policy support against negative shocks, as monetary policy might be ineffective if has become constrained by an effective lower bound on the monetary policy interest rate.

Work has already begun to identify necessary resources, such as rosters of potential statutory managers and personnel from government agencies and the private sector who could be mobilized to deal with a crisis. This work needs to be further developed. In parallel, the Reserve Bank of New Zealand should continue to document the procedure for appointment of a statutory manager, open bank resolution, and other resolution options. The Treasury should complete “shelf” agreements, which may be required for a Crown guarantee or other support in a crisis.
