Book excerpt: The volatility structure of 90-day bill futures traded on the the Sydney Futures Exchange is analysed within the framework of the Heath-Jarrow-Morton model. The method involves characterisation of the transition probability density function for the forward rate process represented by the stochastic differential equation in the arbitrage-free economy. Maximisation of the likelihood function then results in the estimates of the parameters of the volatility function. The volatility function is also used in a simulation of the preference-free stochastic differential equation for bill prices.

Book excerpt: We evaluate the ability of several affine models to explain the term structure of the interest rates and option prices. Since the key distinguishing characteristic of the affine models is the specification of conditional volatility of the factors, we explore models which have critical differences in this respect: Gaussian (constant volatility), stochastic volatility, and unspanned stochastic volatility models. We estimate the models based on the Eurodollar futures and options data. We find that both Gaussian and stochastic volatility models, despite the differences in the specifications, do a great job matching the conditional mean and volatility of the term structure. When these models are estimated using options data, their properties change, and they are more successful in pricing options and matching higher moments of the term structure distribution. The unspanned stochastic volatility (USV) model fails to resolve the tension between the futures and options fits. Unresolved tension in the fits points to additional factors or, even more likely, jumps, as ways to improve the performance of the models. Our results indicate that Gaussian and stochastic volatility models cannot be distinguished based on the yield curve dynamics alone. Options data are helpful in identifying the differences. In particular, Gaussian models cannot explain the relationship between implied volatilities and the term structure observed in the data.

To this end, we propose a novel no-arbitrage model which we estimate with extensive second-moment data. Short-rate expectations become more volatile than premia before recessions and during asset market distress. The correlation between shocks to premia and expectations is close to zero on average and varies with stance of monetary policy. While Treasuries are nearly unexposed to variance shocks, investors pay a large premium for hedging variance risk with derivatives. We illustrate the distinct dynamics of those yield volatility components during and after the financial crisis.

Numerous studies have investigated this effect for different asset classes. However, the presence of a maturity effect in short term interest rate (STIR) futures has usually only been studied considering these within a wider set of financial futures, without further consideration of their special features. Our study looks at the presence of maturity effects in STIR futures by analyzing the term structure of the volatility of the most worldwide traded contracts, taking into consideration their specific characteristics. We provide empirical evidence on the positive relation between volatility and time to maturity and show how these results relate to models of the term structure of interest rates.

Book excerpt: This paper proposes an extreme value approach to estimating the term structure of interest rate volatility, and shows that the volatility of interest rate changes is overestimated by the standard approach that uses the thin-tailed normal distribution. The volatility of maximal and minimal changes in three-, six-, and twelve-month T-bill rates is estimated over the late 1950s through the end of 1999. The empirical results indicate that the volatility of daily changes in short rates obtained from the fat-tailed generalized error distribution is almost the same as the volatility of the extremes obtained from the generalized Pareto distribution.
