Book excerpt: Valuation lies at the heart of much of what we do in finance, whether it is the study of market efficiency and questions about corporate governance or the comparison of different investment decision rules in capital budgeting. In this paper, we consider the theory and evidence on valuation approaches. We begin by surveying the literature on discounted cash flow valuation models, ranging from the first mentions of the dividend discount model to value stocks to the use of excess return models in more recent years. In the second part of the paper, we examine relative valuation models and, in particular, the use of multiples and comparables in valuation and evaluate whether relative valuation models yield more or less precise estimates of value than discounted cash flow models. In the final part of the paper, we set the stage for further research in valuation by noting the estimation challenges we face as companies globalize and become exposed to risk in multiple countries.

Book excerpt: Using firm-level data from 36 countries, we estimate the effect of global uncertainty on corporate investment and financial decisions. Eleven global uncertainty measures that encompass macro, micro, and higher-order dimensions of uncertainty are employed. We find that while Economic Policy Uncertainty (EPU) measures negatively affect investment, non-EPU measures have positive effects. In 2010s, EPU and non-EPU measures exhibit notably different behaviors which appear to considerably influence our results. We also explore how firm- and country-specific characteristics affect the relationship between uncertainty and investment. The negative effects of EPU measures on investment are stronger for firms with high investment irreversibility and high leverage, but no such effect is observed from non-EPU measures. In countries with deeper credit markets, investment decisions are less sensitive to uncertainty. Regarding financial decisions, (1) increased EPU measures lead to increased cash holdings, while an increase in most other uncertainty measures reduces them and (2) except for Global EPU, most uncertainty measures are negatively associated with dividend payouts. Overall, our results reveal that contrary to a substantial body of recent scholarly work, the uncertainty-investment relation is sensitive to uncertainty measures and sample periods and different uncertainty measures have differential effects on cash holdings and dividend payouts.

In particular, we demonstrate that the qualitative nature of the disturbance term, along with the decision sequence, is a crucial determinant of the overall effect of uncertainty on the optimal input mix of a firm. Using general demand and production functions in conjunction with a mean-variance framework for financial valuation, we demonstrate the differential effects of systematic and non-systematic risk on the firm's choice of an optimal input mix. Consistent with earlier work in economics, this analysis demonstrates that uncertainty, regardless of the source, has important implications for the firm's choice of technology.

Book excerpt: The idea that uncertainty about a firm's profitability could increase its stock valuation has been proposed by Pastor and Veronesi (2003) to explain several phenomena in financial markets. We further examine this idea in a setup with both stocks and bonds, and show that unless a firm is deeply in debt, the same logic implies that uncertainty increases its stock valuation but decreases its bond valuation, and that the uncertainty's impact is stronger if the firm's leverage is higher. Using a number of existing uncertainty proxies in the literature and controlling for volatility, we empirically test these predictions. Our evidence based on some (but not all) proxies supports the positive association between stock valuation and uncertainty. However, our evidence generally does not support the negative association between uncertainty and bond valuations using existing uncertainty proxies, particularly firm age. These results challenge the interpretation of the existing uncertainty proxies and thus the results in the literature employing them.

Such effects are mainly due to decreasing investors confidence and a more risk-averse approach towards financial decisions, which leads to an overall fall in investment activities. This thesis examines the impact of political uncertainty in Italy on the countrys stock market, as well as on companies specific features (such as stock performance, market power and riskiness). The analysis differentiates the Italian companies into two groups: those that are politically connected and those that are not linked to any political counterparty, with the aim to study if those two groups behave differently during times of political turmoil. The key findings show that political uncertainty affects Italian politically connected firms (PCFs) stronger than their non-connected peers, in terms of stock performance and riskiness.
