Book excerpt: No previous study has considered the intraday JPY/USD exchange rate responses to a broad set of comparable news surprises from both the U.S. and Japan. We attempt to fill this gap in the literature by investigating the effects of both U.S. and Japanese news surprises, measured as the difference between macroeconomic announcements and preceding survey expectations, on the intraday JPY/USD exchange rate. We show that, overall, Japanese news surprises exert a similar influence on the 5-minute JPY/USD exchange rate returns as U.S. news surprises and, specifically, two of the four most influential macro news emanate from Japan. This finding is robust across three different estimation procedures. In addition, we find asymmetric effects across positive and negative Japanese news surprises when looking at individual Japanese news separately. We also find that the intraday JPY/USD exchange rate responds to a broader set of both U.S. and Japanese news when the Japanese economy is in an upturn, yet it is even more responsive to the consistently most important types of both U.S. and Japanese news when the Japanese economy is in a downturn. Our results show that Japanese macroeconomic news surprises matter for the intraday JPY/USD exchange rate, as do the direction of news surprises and the state of the Japanese business cycle and, therefore, focusing on U.S. news while disregarding foreign news misses half the story.

Regional macroeconomic shocks are as important as the U.S. macroeconomic shocks in affecting exchange rate returns. All Asia-Pacific currencies with the exception of Thai baht react significantly to local macroeconomic shocks. Australian dollar is identified as the most elastic currency responding to macroeconomic shocks, and is more responsive than the Japanese yen. Interest-rate related shocks are generally the most influential events. We provide a ranking list on the relative impact sensitivity of macroeconomic shocks. The announcement effect of the U.S. open market actions via Fed Rate revisions is recognised as the most significant event among the 107 macroeconomic announcements examined.

This paper investigates the impact of macroeconomic surprises on risk perceptions of carry traders and the size of their overall positions. Unlike much of the previous literature, we are able to identify a significant impact of macroeconomic surprises on foreign exchange volatility of JPY/USD even at low (daily) frequency. We use information gleaned from risk reversal contracts (tails of the implied returns distribution) during the period when concerns about sharp yen appreciation were particularly high, hence more likely to show up in the price of risk. We also consider a broader set of U.S. and Japanese news than previous work, focusing on the announcements with particularly large surprise components to them. Overall, we find that macroeconomic news is an important determinant of risk reversals during periods of heavy carry trade volume, particularly when the cost of hedging against large yen appreciation is increasing. The results are more supportive of the trade-balance flow channel over portfolio-balance or monetary channel of exchange rate determination during the sample period. Specifically, Japan (U.S.) macro news that worsen (improve) the trade balance generally are associated with less perceived risk of sharp yen appreciation, as reflected in the value of risk reversals. Moreover, there is a close link between risk reversals and non-commercial futures positions. We calculate a substantial effect of macroeconomic news on carry trade activity, with risk reversals (the cost of hedging) as the transmission mechanism.

Book excerpt: We consider the effect of interventions by the Bank of Japan in the foreign exchange market during the period 2000-2004. During this period the interventions are of substantial magnitude, relatively frequent, not co-ordinated and take place within the 'zero interest rate' monetary policy regime. Only scant evidence exists in the literature on the spillover effect and the impact on covariance in both daily and intraday frameworks, as well as on analyzing the characteristics of intraday volatility dynamics on both intervention days and non-intervention days. In contrast to earlier studies, our analysis does not hinge on the assumption that intervention always increases the volatility of the exchange rate. We perform rolling estimations of a Multivariate GARCH model, use the quartile plots of intraday volatility, and perform equal variance tests to investigate intraday volatility characteristics on intervention and non-intervention days using both daily and 15-minute data. Our findings suggest that Band of Japan interventions decrease the volatility of the yen/USD exchange rate. This result contrasts with the findings of earlier studies which typically find that interventions result in higher volatility. The effect of interventions on the yen/USD volatility depends on the different states that the market experiences and its impact is different under high and low levels of exchange rate volatility. We also find the intraday volatility is less heteroskedastic within the intervention day and this has implications for volatility forecasting. We find strong evidence that intervention in the USD/YEN increases the volatility of the Euro/Yen.

Book excerpt: During risk-off episodes, the yen is a safe haven currency and on average appreciates against the U.S. dollar. We investigate the proximate causes of yen risk-off appreciations. We find that neither capital inflows nor expectations of the future monetary policy stance can explain the yen’s safe haven behavior. In contrast, we find evidence that changes in market participants’ risk perceptions trigger derivatives trading, which in turn lead to changes in the spot exchange rate without capital flows. Specifically, we find that risk-off episodes coincide with forward hedging and reduced net short positions or a buildup of net long positions in yen. These empirical findings suggest that offshore and complex financial transactions should be part of spillover analyses and that the effectiveness of capital flow management measures or monetary policy coordination to address excessive exchange rate volatility might be limited in certain cases.

We assess the role played by local and international economic surprises, commodity price volatility, global market risk perceptions, and local political uncertainty. As a measure of rand volatility, the study uses a market-based implied volatility indicator for the rand / U.S. dollar exchange rate. Economic surprises—the difference between market expectations and data prints—are captured by Citi’s Economic Surprise Index which is available for South Africa and its main economic partners. The results suggest that rand volatility is mainly driven by commodity price volatility, and global market volatility, as well as domestic political uncertainty. In addition, economic surprises originating in the United States matter, but not those originating from South Africa, Europe, or China.
