This is primarily due to the continued excellent return performance of defaulted bonds, the expected growth in the supply of new distressed and defaulted public and private debt paper, and the clearly documented relatively low correlation of returns with the more traditional debt and equity markets. This study reviews some of the important attributes of this unique investment vehicle and updates our analysis of the risk and return performance of the most extreme component of the distressed market defaulted debt.

Available in PDF, EPUB and Kindle. Book excerpt: We analyze holdings of public bonds by over 20,000 banks in 191 countries, and the role of these bonds in 20 sovereign defaults over 1998-2012. Banks hold many public bonds (on average 9% of their assets), particularly in less financially-developed countries. During sovereign defaults, banks increase their exposure to public bonds, especially large banks and when expected bond returns are high. At the bank level, bondholdings correlate negatively with subsequent lending during sovereign defaults. This correlation is mostly due to bonds acquired in pre-default years. These findings shed light on alternative theories of the sovereign default-banking crisis nexus.

Book excerpt: We study conflicting incentives of the master and special servicers in handling troubled loans in a CMBS deal and how the frictions between the interests of the two servicers might be diminished if the master and special servicing rights are held by the same firm. We show that concentrating both servicing rights in one firm reduces the likelihood that a defaulted loan terminates in foreclosure.Demarzo (2005) argues that the pooling of assets (loans) has an information destruction effect that operates to the disadvantage of the intermediary by preventing the intermediary from fully exploiting its information regarding each individual asset. To overcome the information destruction effect and to provide confidence to investors, agents are employed to monitor information about the assets and to ensure that timely performance of loan payments is maintained. These agents are known as asset servicers.An example of asset servicing can be found in the Commercial Mortgage Backed Securities (CMBS) - securities backed by pools of mortgage loans on commercial real estate properties. CMBS are structured such that a master servicer oversees the administration of the underlying loans and the distribution of the cash flows to the tranche investors. One of these functions involves the administration, monitoring and disposition of the loans. When a loan in a CMBS deal fails to perform as expected, the master servicer sends the loan to a “special servicer.” The special servicer has wide latitude to foreclose on the loan or modify the loan terms in an effort to maximize the cash flows to the CMBS investors. Typically, the special servicer's activities are detailed in a Pooling and Servicing Agreement (PSA).

Book excerpt: During recent debt limit episodes, federal officials have contended that if the debt limit were to constrain the government's ability to meet its obligations, that would be an unprecedented blemish on the nation's credit. For example, the U.S. Treasury has asserted that "(f)ailing to increase the debt limit would have catastrophic economic consequences. It would cause the government to default on its legal obligations" or that it "would represent an irresponsible retreat from a core American value: we are a nation that honors all of its commitments. It would cause the government to default on its legal obligations." Failure to pay obligations on time is regarded as a central indicator of default, although default may be triggered by a wide range of contractual provisions. More generally, the concept of default stems from contract law, and thus may be ambiguous because contract terms may be private or contracts may be incomplete, in that the consequences of some contingencies are left unspecified. For instance, the terms under which Treasury securities are offered lack any mention of payment delays or nonpayment. The ambiguity of the term "default" leads many third parties to develop their own definitions to monitor compliance with promises to pay. The U.S. Treasury in some historical instances was unable to pay all its obligations on time or made payments on terms that disappointed creditors. Those instances resulted from extraordinary stresses on public finances. Over time, the United States has managed its finances so that its credit history compares favorably to nearly all other advanced countries.
