Book excerpt: This paper examines the corporate governance characteristics and diversification strategies of 41 listed commercial banks within the Gulf Cooperative Council (G CC). Corporate governance characteristics include the effect of combined expert ise from an international top four auditor and a local auditor, the size of the board of directors, and the presence of a government shareholder; while diversif ication strategies include international and activity-based diversification. Us ing Ordinary Least Squares Regressions, we find evidence of a positive and signi ficant relationship between the combined expertise provided by both internationa l and local auditors and operating performance, a negative and significant relat ionship between board size and the banks' operating performance; however, no eff ect is found between the presence of a government shareholder. Moreover, empiric al investigations indicate that both diversification strategies have a positive and significant effect on the operating performance. However, these statistical findings are based on the assumption that the decision to diversify is an exoge nous one. Controlling for the endogenous diversification decision, our Two-Stag e Least Squares Regressions confirm our results and show that a negative and sig nificant relationship exists between the presence of a government shareholder an d banks' operating performance. Together, these findings are consistent with pr ior research on corporate governance and diversification strategies. Overall, t he results give insight into the optimal corporate governance and diversificatio n strategies for listed Gulf commercial banks.

However, opening up to international investors is a necessary but not a sufficient condition to attract institutional money needed to provide depth and professionalism to these markets. Without a cultural shift towards more transparency, better regulations and governance, and the availability of custody, clearance and equity research, up to international best practice, not much institutional money will be forthcoming to the region. Funding sources in the Middle East and North Africa Region are still predominantly channeled through the banking system, with equity and fixed income markets playing a marginal role. While the worlds financial markets show on average a balanced structure of bank assets, stock market capitalization and debt securities, the capital mix in the region is heavily skewed towards bank assets with a share of 58.8%, equities around 34% and debt securities (bonds and Sukuk) 7.2%. Stock markets of the UAE and Qatar have recently been upgraded to emerging market status, which together with Egypt are the only three Arab countries that have selected listed companies featuring in the Morgan Stanley Capital Index for Emerging Markets (MSCI EM). Saudi Arabia has opened its stock market to direct investment by foreign financial institutions in the second half of 2015. The opening of the Saudi stock market is a major positive development for the regions capital markets. The path ahead for MENA finance has become now clearer. The relative weight of commercial banks in the financial system will diminish gradually, and a wider range of financial services will be provided by deeper and increasingly more sophisticated debt and equity capital markets, in line with worldwide trends. Sharia compliant products, such as Sukuk, are expected to continue to grow at double-digit rate to meet the strong demand generated regionally and internationally.

This paper constructs a new database on the ownership of banks internationally and then assesses the ramifications of ownership, shareholder protection laws, and supervisory/regulatory policies on bank valuations. Except in a few countries with very strong shareholder protection laws, banks are not widely held, but rather families or the State tend to control banks. We find that (i) larger cash flow rights by the controlling owner boosts valuations, (ii) stronger shareholder protection laws increase valuations, and (iii) greater cash flow rights mitigate the adverse effects of weak shareholder protection laws on bank valuations. These results are consistent with the views that expropriation of minority shareholders is important internationally, that laws can restrain this expropriation, and concentrated cash flow rights represent an important mechanism for governing banks. Finally, the evidence does not support the view that empowering official supervisory and regulatory agencies will increase the market valuation of banks"--NBER website
