Book excerpt: The first section of this report identifies and discusses the range of policies that governments can implement to directly or indirectly influence inward foreign direct investment (FDI), as well as the behaviour of multinational companies in the host market. The following section sets out public policy criteria against which to evaluate the consequences of Canadian government policies toward inward FDI. The next section reviews the determinants of inward FDI, drawing upon the existing economic and international business literature. The subsequent two sections contain a broad overview of inward FDI patterns to Canada over the post-war period, with preliminary inferences about the influence of public policies on inward FDI flows, and discuss significant policy initiatives directed at influencing either the quantity of quality of inward FDI. These include the Foreign Investment Review Act, the Investment Canada Act, and the North American Free Trade Agreement. This is followed by a section that identifies Canadian government policies directed at restricting inward FDI at the sectoral level (financial services, oil and gas, communications). Welfare economics arguments for and against sectoral foreign ownership restrictions are considered. Original economic models of FDI for Canada are then discussed and case studies are presented of the consequences of foreign ownership and the impacts of foreign ownership policies on the three sectors mentioned above. The final section concludes the report with a summary and a set of policy recommendations.

Book excerpt: Canada's foreign direct investment (FDI) review regime, already criticized for its vague “net benefit” test for large proposed takeovers, has become potentially even more confusing to would-be investors in recent years. This Commentary proposes reforms to make the application of Canadian FDI rules more transparent, and give Canada a far better reputation as a place to invest. The author advocates an end to foreign investment economic review, leaving security to a separate committee, and closing some sectors completely or partially to foreign investment, as is now the case, but with these restrictions subject to periodic, mandatory reviews. Under the author's proposal, Industry Canada would cease reviewing inward FDI for compliance with a “net benefit” test and would be only one participant in a committee reviewing FDI proposals for national security concerns. It would take central responsibility for monitoring federal sectoral ownership policies and would regularly review the effect of such policies, including an assessment of the ongoing need to keep in place foreign ownership limits on a sector, or to remove such limits. Clearly, there needs to be continuing analysis of sectoral limits as technology and government policies change over time. The rationale behind such an approach rests on the rejection of the widespread idea that securing controlling ownership of a Canadian-owned firm allows a foreign investor, whether or not an SOE, to operate at will in Canada. Nothing could be further from the truth. Regarding natural resource exploration and development alone, there are myriad laws and regulations for licences and other permissions on exploration, environmental review, sourcing of supplies and other inputs, as well as many other activities requiring approvals from various levels of government. Where improvements in such laws, regulations and policies are needed, they should be instituted and apply to both domestic and foreign firms with regard to their Canadian operations. It makes no sense to have rules that impose conditions on inward FDI but not on existing local firms.

The next section briefly considers the upsides and downsides of FDI, revisits the hollowing-out debate in Canada and discusses optimal policies. The study then reviews the trends in Canada's inward and outward FDI over the past several decades. The final section presents two empirical models of FDI and estimates the importance of key factors underlying Canada's changing FDI patterns. Thus the Government established the Foreign Investment Review Agency (FIRA) to screen incoming foreign investments. The report addresses the following issues concerning the agency and the possible necessity of establishing a similar one in the United States: (1) the criteria used by FIRA to evaluate the desirability of foreign investments; (2) FIRA policy goals and the types of investments which have contributed the most to Canada's national objectives; (3) the current administrative, policy, enforcement, political, and other problems of FIRA; (4) data gathering and use; (5) types of investigations FIRA makes, for what goals and with what results; and (6) whether the review process is needed in the United States. The study showed that there is not a need for establishing a foreign investment screening agency in the U.S. at this time. The reasons are: (1) such an agency would be inconsistent with the longstanding U.S. policy to encourage the free flow of trade and investment and to promote equal treatment of domestic and foreign investors; (2) whereas foreign investors control about 60 percent of the industrial firms in Canada, only about 2 percent of U.S. manufacturing establishments are foreign firms and no single foreign country has a large concentration of investment; and (3) the United States already has methods to monitor and control some foreign investment and many States have additional controls. Instead, the effective implementation of existing legislation, effective functioning of the interagency Committee on Foreign Investment in the United States, and continued congressional interest should all alert agencies and the Congress to the need to further improve the monitoring and the regulation of foreign investment.

Book excerpt: The importance of inward FDI relative to the size of a country's economy can be considered an indicator of how attractive an economy's prospects are, or how well operations on its territory complement the foreign investor's international operations, since the investor deems it worth the risk inherent in financing, owning and operating a business in a foreign country. [...] In that case, FDI may not be the most efficient way for the host economy, or the home economy of the investor for that matter, to benefit from integration with the global economy. [...] The Panel made a number of specific recommendations regarding FDI policy and the operations of the Investment Canada Act (ICA): raising the mandatory review threshold under the ICA from $295M of the gross assets to $1B of the enterprise value of the Canadian business whose control is being acquired (enterprise value being more closely related to the purchase price and more suitable for the valuati [...] The government did not: • Change the test for passing the review from one of "net benefit" that must be shown by the investor, to one of "contrary to the national interest" which would have to be argued by the government. [...] Of the four main types of restrictions on FDI recorded by the OECD, "equity restrictions" and "screening" are the two that cause most of the gap in FDI between Canada and comparator countries (Table 2).

[...] An entity is Canadian-owned and controlled if a) in the case of a corporation, not less than 80% of the members of the board of directors are individual Canadi- ans; b) Canadians beneficially own, directly or indirectly, in the aggregate and otherwise than by way of security only, not less than 80% of the entity's voting interests; and c) the entity is not otherwise controlled by persons that are [...] The Broadcasting Act Under the Broadcasting Act, the broadcasting licenses may only be issued to companies that meet the following re- quirements: a) the corporation must be incorporated or continued under Canadian law; b) the CEO or equivalent and not less than 80 per cent of the Directors must be Canadian; and c) at least 80 per cent of the voting shares, and 80 per cent of the votes must be own.
