Book excerpt: This paper introduces an alternative testing procedure to test the distribution of the error term in the Autoregressive Conditional Duration (ACD) class of models. In these models, the error term is normally interpreted as the standardized duration by which its probability distribution may have an important impact on the shape of the conditional intensity process of the financial duration in question.This paper illustrates that the testing procedure developed is applicable to various ACD types of models in the literature. Furthermore, when applied to parametric models, such as the Exponential ACD (EACD) and the weibull ACD (WACD), the test can be used as a diagnostic test of the accuracy of the required distributional assumption. Moreover, the hypothetical structure of the test is useful to the specification testing of a number of financial market microstructure hypotheses, especially those related to the information asymmetry in finance. Finally, the testing procedure introduced in this paper differs in many ways from those discussed in existing literatures. This paper shows theoretically and experimentally the statistical validity of the testing procedure, while demonstrating its usefulness and practicality using datasets from New York and Australia Stock Exchange.

Book excerpt: In this paper, we consider some specification testing problems in nonlinear time series models with nonstationarity. We propose using a nonparametric kernel test for specifying whether the regression function is of a known parametric nonlinear form. The power function of the proposed nonparametric test is systematically studied and an asymptotic distribution of the test statistic is shown to depend on the asymptotic behavior of the so called "distance function" under a sequence of general semiparametric local alternatives. The asymptotic theory developed in this paper differs from existing work on nonparametric specification testing in the stationary time series case. In order to implement the proposed test in practice, a computer-intensive bootstrap simulation procedure is introduced and asymptotic approximations for both the size and power functions are established. Furthermore, the bandwidth involved in the test is selected by maximizing the power function while the size function is controlled by a significance level. Meanwhile, both simulated and real data examples are provided to illustrate the proposed theory and methodology.

The test statistics are based on quadratic forms in the residuals of the null model. Under general assumptions the test statistics are asymptotically normal under the null. With an appropriate choice of the weight matrix, the tests are shown to be consistent and to have good local power. Specific implementations involving matrices of bin and kernel weights are discussed. Finite sample properties are explored in simulations and an application to some parametric models of gasoline demand is presented.

Based on series estimators, test statistics are established that allow for tests of the general model against a parametric or nonparametric specification as well as a test of exogeneity of the vector of regressors. The tests are asymptotically normally distributed under correct specification and consistent against any alternative model. Under a sequence of local alternative hypotheses, the asymptotic distribution of the tests is derived. Moreover, uniform consistency is established over a class of alternatives whose distance to the null hypothesis shrinks appropriately as the sample size increases.

Using a data transform and correcting for the boundary bias of kernel estimators, our test is robust to serial dependence in data and provides excellent finite sample performance. Besides univariate diffusion models, our test is applicable to a wide variety of continuous-time and discrete-time dynamic models, including time-inhomogeneous diffusion, GARCH, stochastic volatility, regime-switching, jump-diffusion, and multivariate diffusion models. A class of separate inference procedures is also proposed to help gauge possible sources of model misspecification. We strongly reject a variety of univariate diffusion models for daily Eurodollar spot rates and some popular multivariate affine term structure models for monthly U.S. Treasury yields.

We construct a nonparametric test for testing whether the regression is of a known parametric form indexed by a vector of unknown parameters. We establish the asymptotic distribution of the proposed test statistic. Both the setting and the results differ from earlier work on nonparametric time series regression with stationarity. In addition, we develop a bootstrap simulation scheme for the selection of suitable bandwidth parameters involved in the kernel test as well as the choice of simulated critical values. An example of implementation is given to show that the proposed test works in practice.
