Book excerpt: A careful basic theoretical and econometric analysis of the factors determining the real exchange rates of Canada, the U.K., Japan, France and Germany with respect to the United States is conducted. The resulting conclusion is that real exchange rates are almost entirely determined by real factors relating to growth and technology such as oil and commodity prices, international allocations of world investment across countries, and underlying terms of trade changes. Unanticipated money supply shocks, calculated in five alternative ways have virtually no effects. A Blanchard-Quah VAR analysis also indicates that the effects of real shocks predominate over monetary shocks by a wide margin. The implications of these facts for the conduct of monetary policy in countries outside the U.S. are then explored leading to the conclusion that all countries, to avoid exchange rate overshooting, have tended to automatically follow the same monetary policy as the United States. The history of world monetary policy is reviewed along with the determination of real exchange rates within the Euro Area.

Book excerpt: This paper examines the behaviour of the Canadian dollar over 1997-99 to determine whether there is any evidence of excess volatility or significant overshooting. A small econometric model of the exchange rate, based on market fundamentals, is presented and used to make tentative judgements about the extent to which the currency might have been systematically over- or under-valued. After the introduction, section 2 describes the basic exchange rate equation used in the analysis and presents results of simulations designed to measure the extent to which the dollar has been undervalued. Section 3 extends the analysis by adding two new variables to the exchange rate equation, differences in Canadian/US productivity and in the level of public debt, to see if they improve its explanatory power. The role of speculative bubbles and destabilizing currency traders is investigated in section 4 with the aid of a regime-switching model. The final section notes lessons that policy makers might take from the analysis presented.

TRACE is the first Canadian econometric model from which a published ex ante forecast has been made. In this book the authors describe the model and a high-speed computer. They show how the effects of alternative combinations of federal government policies can be examined by producing sets of conditional forecasts from the model. Both impact and long-run multiplier effects of changes in fiscal and monetary policy are derived from simulation experiments performed with the model. The results show the different effects that are obtained under régimes of fixed and floating foreign exchange rates. The book presents the economic theory underlying the model and provides information on estimates of the structural parameters of the Canadian economy. This massive amount represented one third of all long-term capital moving among industrial nations. Its transfer marked the first time since before World War I that the world witnessed such a large-scale international movement of capital motivated primarily by a prospect of higher rates of return. In Capital Transfers and Economic Policy the authors test the theory of the causes and effects of international capital movements against the evidence drawn from Canada's experience. They explore Canada's adjustment to capital flows and show how the operation of her economic policy is affected by the sensitivity of capital flows to the country's interest rates and foreign-exchange rate. A sharp decline in the value of the dollar against major foreign cur rencies began in March 1985 and continued through December 1987. Despite this decline, the U.S. trade deficit experienced considerable growth during this time. Many consider the simultaneous occurrence of these two events over so long a period to be a problem requiring a policy response. The conference addresses this issue. Various papers discuss the cause of the trade deficit, the reason for its size and persistence, its relation ship with other macroeconomic variables, its impact on other industrialized countries, and various policy proposals aimed at reducing the deficit. Session I Peter Hooper and Catherine L. Mann provide an analytical setting for the conference with their "The U.S. External Deficit: Its Causes and Persistence." Their observation that the unprecedentedly large U. S. trade imbalance is striking in both its size and its persistence could well be the subtitle of each of the papers presented. The macroeconomic studies, which Hooper and Mann summarize in their review of the existing literature, uniformly conclude that the deficit has not responded to fundamental macroeconomic determinants-relative U.S. income growth and the dollar's exchange rate-in the way that earlier, smaller U.S.
