Available in PDF, EPUB and Kindle. Book excerpt: This paper studies the diversification benefits in terms of returns of international investments in equity markets. The analysis is done from the perspective of a European-based investor. We use for the analysis country-index exchange traded funds as proxies for the foreign equity markets. We focus on the European market and four representative Asian markets. The paper follows the lines of analysis of Russell (1998), of Pennathur, Delcoure and Anderson (2002) and of Allen and MacDonald (1995). We test the diversification potential of exchange traded funds using the ordinary least squares procedure with White's correction for the heteroskedasticity of residuals. We conclude that although exchange traded funds present investment diversification potential, being significantly correlated the underlying domestic market, they are exposed to an even higher degree to the market in which they trade, making them imperfect instruments for international diversification and not a good substitute to direct investment. Further, we analyze the potential cause of the previous results, the cointegration between the European and the Asian equity markets, using the Augmented Dickey- Füller unit root test and the Johansen cointegration test. We find that there is cointegration between the European equity market and each of the Japanese, Korean and Taiwanese markets. We conclude that in the long-run the returns of the international equity market are highly correlated, therefore also direct investments present limited diversification benefits to European- based investors.

Exchange traded fund shareholders are able to avail themselves of having a diverse investment for an affordable price since exchange traded funds are comprised of hundreds of disparate investment securities which allows exchange traded fund shareholders to hedge against investments risks if certain investment securities, such as cyclical stocks and aggressive stocks, that their exchange traded fund may be comprised of underperform. The exchange traded fund's performance can be high as long as most of its investment securities outperform its under-performing investment securities.

In recent years, markets have observed an innovation that changed the way open-end funds are priced. Alternative pricing rules (known as swing pricing) adjust funds’ net asset values to pass on funds’ trading costs to transacting shareholders. Using unique data on investor transactions in U.K. corporate bond funds, we show that swing pricing eliminates the first-mover advantage arising from the traditional pricing rule and significantly reduces redemptions during stress periods. The positive impact of alternative pricing rules on fund flows reverses in calm periods when costs associated with higher tracking error dominate the pricing effect.
