Book excerpt: This paper estimates skewness risk premia on individual stocks using synthetic skew swaps and shows that there is a considerably large variation of monthly realized skewness risk premia across a representative set of portfolios which are sorted by skewness risk premium payoffs in the prior period. It then focuses on investigating the determinants of such cross-sectional variation and documents that consumption risk does not seem to be priced with respect to skewness risk premia. The market excess return and, especially, the market variance risk premium are shown to be key risk factors that drive the cross-sectional variation of skewness risk premium payoffs. The market variance risk premium factor is significantly priced with respect to skewness risk premia even if I allow for potential model misspecification. The success of the market variance risk premium factor can be potentially explained by the very different risk exposures of skewness risk premium-based portfolios to the risk proxied by the market variance risk premium. I further show that the higher the exposure of the skewness risk premium-based portfolio to such a risk, the larger skewness risk premium payoff is required in the cross section.

Book excerpt: This paper estimates the variance risk premium (VRP) and the skew risk premium (SRP) for the individual stocks and indexes in the US financial markets, and then further analyzes the determinants of the cross-sectional variations of (i) the VRP and SRP for 40 indexes and stocks, (ii) the average VRP and SRP for a representative set of portfolios sorted by the VRP and SRP betas, and (iii) the future variance and skew risk premia. We find that (i) most of the stocks and indexes have negative and significant variance and skew risk premia; (ii) the default premium (DEF) is the key risk factor in the cross-sectional variation of average SRP payoffs; and (iii) there is a negative and statistically significant relation between the future SRP and the lottery demand factor (MAX).

Book excerpt: We derive a parsimonious three-factor asset pricing model (cross-sectional CAPM, CS-CAPM) in which stock return dispersion (realized cross-sectional variance of long-short equity portfolios) and stock return skewness (realized cross-sectional skewness of equity portfolios) are the driving forces in pricing cross-sectional equity risk premia. Market segmentation leads these two factors to be priced in equilibrium. The model offers a large fit for the joint cross-sectional risk premia associated with 16 prominent CAPM anomalies, with explanatory ratios above 40%. The CS-CAPM compares favorably with multifactor models widely used in the literature. The cross-sectional factors are not subsumed by traditional macro risk factors.

Stocks with high beta, idiosyncratic volatility and maximum return are associated with a high variance risk premium (VRP). The skew risk premium (SRP) is mainly driven by return reversals, the maximum return and idiosyncratic skewness, while the kurtosis risk premium (KRP) is associated with all firm characteristics. We find that both the VRP and SRP are negatively related to stock returns, while the KRP has no relation with stock returns. However, the negative relation between the SRP and stock returns is robust to the inclusion of firm-level variables, while the VRP is not.

We argue that just as variance swaps can be used to explore the relationship between the implied variance in option prices and realized variance, so too can skew swaps be used to explore the relationship between the skew in implied volatility and realized skew. Like the variance swap, the skew swap corresponds to a trading strategy, necessary to assess risk premia in a model-free way. We find that almost half of the implied volatility skew can be explained by the skew risk premium. We provide evidence that skew and variance premia are manifestations of the same underlying risk factor in the sense that strategies designed to exploit one of the risk premia but to hedge out the other make zero excess returns.

Book excerpt: Previous studies on the cross-sectional market moments' risk premia find significantly negative risk premia for the market volatility and the market skewness risks and a positive premium for the market kurtosis risk. However, a significantly negative price of risk for the market skewness and a positive price of risk for the market kurtosis move against the ICAPM intuition. We refer to these counter-intuitive prices of risk as the anomalies in the market moments' risk premia, and show that these anomalies only exist in low risk-aversion periods. Once investors' risk-aversion rise, these anomalies vanish. Moreover, we find that Baker and Wurgler's (2006) index of investor sentiment is strongly negatively affected by the past realizations in investor risk-aversion. Consequently, our empirical results can also be replicated by analyzing periods of high and low sentiment, separately.

Book excerpt: Abstract: Black and Scholes (1973) implied volatilities tend to be systematically related to the option's exercise price and time to expiration. Derman and Kani (1994), Dupire (1994), and Rubinstein (1994) attribute this behavior to the fact that the Black-Scholes constant volatility assumption is violated in practice. These authors hypothesize that the volatility of the underlying asset's return is a deterministic function of the asset price and time and develop the deterministic volatility function (DVF) option valuation model, which has the potential of fitting the observed cross-section of option prices exactly. Using a sample of S & P 500 index options during the period June 1988 through December 1993, we evaluate the economic significance of the implied deterministic volatility function by examining the predictive and hedging performance of the DV option valuation model. We find that its performance is worse than that of an ad hoc Black-Scholes model with variable implied volatilities.

Book excerpt: We provide a new monthly cross-sectional measure of stock market tail risk, defined as the average of the daily cross-sectional tail risk, rather than the tail risk of the pooled daily returns within a month. The former better captures monthly tail risk rather than merely the tail risk on specific days within a month. Using simulations, we attest that this is due to the low value of daily correlations. We show that this difference is important in generating strong in- and out-of-sample predictability and performs better than the historical risk premium and other commonly used predictors for short- and long-term horizons. This strong predictability improves investor performance in a mean-variance setting.
