Book excerpt: We analyze an intertemporal portfolio problem with both taxable and tax-deferred retirement accounts. Using a tax-arbitrage argument, we identify conditions under which the optimal location decision (of where to place an asset) is separable from the allocation decision (of how much to allocate to each asset). Investors place highly taxed assets in the tax-deferred account to maximize the tax benefit, and adjust their taxable portfolios to achieve the optimal risk exposure. We show that the two-account problem can be reduced to a taxable-account-only problem. The results are robust to the possibility of postponing capital gains taxes, consumption and contribution decisions, and stochastic tax rates.

The classical result of Black (1980) and Tepper (1981) suggests that investors should follow a strict pecking-order asset location rule and hold those assets that are subject to the highest tax rate preferentially in tax-deferred accounts. We show that with the different tax treatment of realized gains and losses, only tax-efficient equity mutual funds are optimally held in taxable accounts whereas mutual funds with average tax-(in)efficiency are preferentially held in tax-deferred accounts.

We find that investors should locate most of their taxable equities in the taxable brokerage account and taxable bonds in the tax-deferred retirement account irrespective of bequest motives when borrowing is not allowed. But in the presence of substantial diversification opportunity and limited borrowing ability, diversification may drive the location decision depending on the investors' tax-deferred wealth level. We disentangle the impact of borrowing constraint from the impact of diversification, and show explicitly when diversification may affect location decision. Our results provide specific guidance for the retirement savers.
