Book excerpt: Three different hybrid designs are considered in this thesis. Chapter 1 studies the risk management of Cash Balance (CB) pension plans, which are the most popular hybrid plans in the U.S. We show that the simple delta and gamma hedging is effective in mitigating the interest rate risk embedded in the CB liabilities. Chapter 2 introduces a new pension design based on two existing hybrid plans - the second election option and the Defined Benefit underpin plan. We demonstrate how our new plan is able to provide more income security to the retirees without incurring large costs on top of the other two existing hybrid plans. Chapter 3 explores the optimal design for intergenerational risk-sharing (IRS) plans. We demonstrate the necessity to incorporate regulatory constraints to ensure generational fairness. The last chapter concludes the thesis and proposes future work in hybrid pension designs.

Book excerpt: The principal purpose of this paper is to analyse the trade-off between the uncertainty in contributions on the one hand and benefits on the other that is embedded in different pension arrangements. The paper employs the funding ratio (ratio of assets to liabilities) and the replacement rate (ratio of benefits to salaries) as key criteria for evaluating the risk sharing characteristics of a private pension plan from the perspective of the plan member. The stochastic simulations performed show that hybrid plans (those in between traditional DB and individual DC) appear to be more efficient and sustainable forms of risk sharing than either of the other two. Of the three main hybrid plans analysed, conditional indexation plans appear to have the greatest potential as sustainable forms of risk sharing.

Gaussian, autoregressive and moving average processes are used to model the rate of return. The rst two moments of the funding level, the contribution rate and the benet payment are presented both at the stationary status and during evolution. Three investment strategies are considered and the risks generated in the hybrid pension plan are compared. Dierent sets of valuation rates of interest are used to understand the impact of regulative environmental change on the hybrid pension plan. The trade-o between the contribution and benet risks and the optimum region of risk sharing are discussed to provide an insight of the relationship between plan sponsors and employees under a hybrid pension plan.

The focus is in particular on how the introduction of minimum and maximum limits for pension benefits as well as minimum guarantees and caps on the return of the members' individual investment accounts affect investment decisions and plan costs. Within a comparative static analysis framework, it is shown that for low to medium risk portfolios, minimum benefit guarantees tend to be more expensive than minimum return guarantees while for the latter costs increase exponentially with investment risk. The study also finds that the portfolio choice of the sponsor and the beneficiaries shows substantial differences depending on the exact plan design and the beneficiaries' risk aversion. Combining minimum return guarantees and caps on investment returns emerged as a possible means to reduce such differences, to share investment risks and returns more equally between sponsor and beneficiaries, and to keep pension plan costs under control.

Book excerpt: We analyze a collective defined contribution pension fund which aims at intergenerational risk sharing among different age cohorts using a return smoothing mechanism. Using a utility based framework, we find that approximately one third of unexpected return shocks should be directly passed on to all the cohorts in the year the shock occurs by means of the smoothing mechanism. We demonstrate that risk sharing implemented in this way is welfare improving compared to a plan with no risk sharing and more sustainable compared to defined benefit pension fund plans. Additionally, we show that the asset allocation of such a pension fund automatically corresponds to the life-cycle portfolio choice theory.

By contrast, our proposed Retirement Shares Plan (RSP) allocates the longevity risk to the plan sponsor and investment risk to the plan participant. The RSP allows the participant sufficient control over the investment risk to tailor that risk to his specific circumstances. This allocation of risk provides predictable and stable cost to the plan sponsor with little chance of unfunded liabilities. The retiree receives lifetime income and potential inflation protection.

Book excerpt: The 1964 termination of the Studebaker Corporation's pension plan wiped out or significantly reduced the pensions of thousands of the automaker's employees and retirees. In response, the US Congress passed the 1974 Employee Retirement Income Security Act (ERISA), a monumental and revolutionary piece of legislation crafted to address corporate pension underfunding. The bill also set new rules regarding defined benefit (DB) and other retirement plans, and it established the Pension Benefit Guaranty Corporation as a government-run insurer to serve as a backdrop to U.S. corporate pensions. Despite the bill's far-ranging scope, in the decades since its passage, it has become evident that ERISA failed to achieve many of its intended objectives. The corporate pension scene today is in turmoil, and most private employers have terminated or frozen their traditional DB plans. In their place, employers are increasingly substituting defined contribution (DC) retirement saving plans, which pose a new set of responsibilities on employees and their firms. This volume investigates how and why traditional approaches to pension risk management have failed, and we also explore the new mechanisms required to strengthen retirement security for the future. Lessons from international experience are also included, ranging from Singapore to Switzerland, and the Netherlands to Australia.
