A price monitoring regime for airport services was introduced at Australia's seven major mainland airports by the Australian Government following an inquiry by the Productivity Commission in 2002. In April 2006, the Government asked the Commission to conduct an inquiry to examine the effectiveness of that regime and to advise on any changes that should be made. The Commission's final report was released in April 2007. In announcing a new price monitoring regime for airport services in Australia beyond 2007, the Government accepted the bulk of the Commission's arguments and recommendations, including in relation to: more limited airport coverage - Sydney, Melbourne, Brisbane, Perth and Adelaide Airports - with Darwin and Canberra Airports excluded from monitoring from mid 2007; the introduction of a 'show cause' process for triggering further investigations of a monitored airports' conduct, and the establishment of a 'starting' aeronautical asset base for future asset valuation purposes; and a slight expansion in the range of monitored services at the five major airports. The Government also accepted the Commission's recommendation for a further independent review in 2012.

Book excerpt: Using a general-equilibrium model that includes consumers, airlines, and an airport with both aeronautical service and non-aeronautical service, this paper investigates the airport's decisions on its aeronautical charge and capacity, as well as the size of its non-aeronautical service. In contrast to the existing literature, we formerly model an airport's non-aeronautical service by taking into account both the substitutability between goods sold at the airport and those sold elsewhere, and the endogenous determination of the size of the airport's non-aeronautical service. After characterizing the results for welfare maximization, we find that the self-financing property does not hold. Apart from carriers' market power as a source for the failure of the self-financing property, we further identify the presence of non-aeronautical service as a new source. Essentially, the airport has an incentive to reduce airport charge as this stimulates its passenger volume, which in turn will increase the unit rent it can derive from shop space. Furthermore, we derive the results for profit maximization by a monopolistic airport, and demonstrate that the imposition of two taxes, one on the airport's aeronautical service and the other on the airport capacity investment, can recover the welfare-maximization results. Our analysis on airport regulation shows that dual-till regulation yields higher welfare than single-till regulation, as long as the profit from non-aeronautical service is positive. This result is in contrast to the prevailing wisdom in the literature, which in general favors single-till regulation.

Airports are a common example where the supply of runway and terminal capacity is the core good and the supply of various concession services (for example, car rental services) is the side good. While side-good supply can be responsible for a major share in total revenue, monopoly regulation typically concentrates on the control of core-good prices (“core prices” in short). Whether market power can indeed be effectively controlled by the regulation of core prices alone then depends on whether core-good consumption is a function of the price for side goods. This study empirically shows that a one-dollar increase in the daily car rental price reduces passenger demand at 199 US airports by more than 0.36 percent. A major implication of our findings is that for the case of airports, the effective control of market power may require regulation of both prices for core and side goods.
