Book excerpt: When a property owner engages a real estate broker to sell his or her property, the parties enter into a listing contract which entitles the broker to a commission if a ready, willing and able buyer is found before the contract expires. While a limit on the duration of the contract provides the broker with an incentive to work hard to find a buyer, it also creates the potential for seller opportunism. In particular, sellers have an incentive to renegotiate a lower commission as the end of the contract approaches. The paper concludes that, from an efficiency perspective, courts should generally enforce such renegotiations, given that transaction costs between brokers and sellers are ordinarily low.

Our multi-period model allows for the arrival of new information and renegotiation after the signing of an initial merger agreement but before deal completion or termination. A properly designed initial contract mitigates the potential holdup problem during renegotiation and induces higher deal-specific effort, including the due diligence assessment of the deal. The contract grants an option to the target to terminate the merger, where the strike on the option compensates the acquirer's deal-specific effort without imposing excessive costs on the target for pursuing non-merger alternatives. The option strike can be implemented by the use of deal protection devices, such as a target termination fee and/or an acquirer lockup. Finally, we provide empirical description for a large sample of cash and stock mergers that demonstrates the nature of contract renegotiation and how the use of deal protection devices can alleviate holdup problems.

Book excerpt: After entering into supply contracts, firms often later renegotiate the terms of those contracts. For example, firms that obtain market demand information after signing supply contracts may benefit by renegotiating the contracts to allow buyers facing poor market conditions to purchase less than their contractual commitment and allowing buyers facing favorable conditions to purchase more. Consider a setting in which two buyers invest in innovation (product development, marketing) and obtain supply from a single manufacturer through quantity flexibility contracts, which specify the minimum quantity the manufacturer must supply and the minimum quantity the buyer must purchase. The potential for renegotiation of the supply contracts has important implications for the firms' investments in innovation and capacity, the allocation of capacity, and the resulting profits. Renegotiation can greatly increase the firms' profits, provided that contract parameters are chosen correctly. Failing to anticipate renegotiation leads to contracts that contain far too much flexibility, and perform poorly relative to contracts designed to anticipate renegotiation. We provide clear conditions under which a quantity flexibility contracts with renegotiation coordinate the system. Where quantity flexibility contracts fail, we show that tradable options perform very well.
