Available in PDF, EPUB and Kindle. Book excerpt: Many emerging markets have experienced significant changes in government policies and capital market reforms. These changes may lead to changes in their return-generating processes. Based on Markov-switching models, this paper investigates whether there is more than one regime in the return-generating processes of nine emerging markets and the specific characteristics of each regime. The results show very strong evidence of regime-switching behavior in emerging stock market returns. The two regimes through which emerging markets evolve are different whether one takes the domestic investors' perspective or that of foreign investors. For foreign investors, changes in volatility seem to be the main characteristic of emerging market regimes. The implications of these findings for the stability of emerging stock markets are discussed.

Book excerpt: This paper studies stock market time varying performance in a Markov environment between four emerging Balkan stock markets, namely, Turkey, Romania Croatia and Bulgaria, and two developed markets, the U.S. and Greece. We employ: a) an exogenous Markov regime-switching methodology where the time variation of returns is modeled to capture short term dynamics; b) a Markov switching vector autoregression methodology to model jumps in volatility regimes. Our findings provide evidence on time varying return dependence and volatility regime linkages between Balkan and developed stock markets.

Book excerpt: In this paper, we use weekly stock market data to examine whether the volatility of stock returns of ten emerging capital markets of the new EU member countries has changed as a result of their accession in the EU. In particular we are interested in understanding whether there are high and low periods of stock returns volatility and the degree of correlation across these markets. We estimate a Markov-Switching ARCH (SWARCH) model proposed by Hamilton and Susmel (1994) and we allow for the possibility that three volatility regimes may exist for stock returns volatility. The main finding of the present study is that the high volatility of stock returns of all new EU emerging stock markets is associated mainly with the 1997-1998 Asian and Russian financial crisis while there is a transition to the low volatility regime as they approach the accession to EU in 2004.

Book excerpt: This paper examines the regime shifts and stock market volatility in the stock market returns of seven emerging economies popularly called as 'BRIICKS' which stands for Brazil, Russia, India, Indonesia, China, South Korea and South Africa, over the period from February, 1996 to January, 2012 by applying Markov regime switching in mean-variance model. The employed model finds two regimes in each of these markets. The identified regimes are further utilized in formulating the asset allocation strategies based on market synchronization and Sharpe ratio. The results suggest that BRIICKS is not a homogeneous asset class and each market should be independently evaluated in terms of its regime switching behavior, volatility persistence and level of synchronization with other emerging markets. The study finally concludes that Russia, India and China as the best assets to invest within this emerging market basket which can be pooled with a mature market portfolio to achieve further benefits of risk diversification.

This paper provides a Bayesian framework for making portfolio decisions that takes this regime switching into account, together with asset pricing model uncertainty and parameter uncertainty. The findings reveal that the economic value of accounting for regimes is substantially independent of whether or not model and parameter uncertainties are incorporated: the certainty-equivalent losses associated with ignoring regime switching are generally above 2% per year, and can be as high as 10%. These results suggest that the more realistic regime switching model is fundamentally different from the commonly used single-state model, and hence should be employed instead in portfolio decisions irrespective of concerns about model or parameter uncertainty.

Book excerpt: This paper studies the dynamics of stock market regimes in emerging markets. Using a mixture version of the standard regime-switching model, we find that the 18 analyzed emerging markets fit into three groups. Whereas each of these three groups is characterized by the same two regimes -- a bull state with positive returns and low volatility and a bear state with negative returns and high volatility -- they clearly differ with respect to their regime-switching dynamics. The first group contains stock markets which swing frequently between the two regimes, the second group shows more regime persistence, and the third group consists of stock markets that are less likely than the others to move to a bear regime period. Standard practice among stock market analysts is to group emerging markets by geographical region. The fact that groups are weakly related with such a regional classification demonstrates the limited validity of the latter. Moreover, a detailed analysis of regime synchronicities across the 18 studied emerging markets shows that there is evidence of regime synchronicity for certain pairs of markets, but this does not rule out that two synchronized markets have different regime dynamics and thus belong to different regime-switching clusters. Hence, our results show that it is incorrect to treat the studied emerging markets as a single homogeneous group because there is strong evidence for substantial differences in their regime-switching dynamics.

Book excerpt: The objective of this paper is to investigate the behavior of the time varying volatility in eleven MENA countries' stock market using a three-state Markov regime-switching model over the period from October 30, 2006 to October 21, 2011. We find that MENA stock market volatility can be characterized by three regimes: tranquil period with low volatility of volatility, turmoil regime with high volatility of volatility and crisis regime with extremely high volatility of volatility. Besides, the Granger causation effects from the MSCI World index to MENA stock markets are stronger and statistically significant especially in crisis regime.

Although previous studies on emerging markets were not able to show a positive and significant tradeoff, favorable evidence can be obtained if a non-linear framework between return and risk is considered. However, this relationship between return and risk is essentially observed in periods of financial stability but not in times of market jitters. Using 15 years of weekly data observations in a Regime Switching-GARCH framework, I show favorable evidence in most of the emerging markets during low volatility periods, but not for periods of financial turmoil or using the traditional linear GARCH-M approach.
