Available in PDF, EPUB and Kindle. Book excerpt: This paper examines the sustainability of fiscal policy under uncertainty in three emerging market countries, Brazil, Mexico, and Turkey. For each country, we estimate a vector autoregression (VAR) that includes fiscal and macroeconomic variables. Retrospectively, a historical decomposition shows by how much debt accumulation reflects unsustainable policy, adverse shocks, or both. Prospectively, Monte Carlo techniques reveal the primary surplus that is required to keep the debt/GDP ratio from rising in all but the worst 50 percent, 25 percent, and 10 percent of circumstances. Such a value-at-risk approach presents a clearer menu of policy options than currently used frameworks.

Estimates of fiscal multipliers––obtained from state-level spending––fall within 0.6–0.7 after accounting for dynamic effects. However, the size of multipliers varies with the output gap. The planned fiscal consolidation—under the estimated multipliers—is projected to subtract on average 0.5 percentage points from growth over 2015–20. However, there are offsetting effects. The positive growth impulse of lower costs on manufactured goods production is estimated to reach 0.5 percentage point in 2015 and 2016, largely offsetting the impact of fiscal consolidation on growth in the near term.

The results of the analysis suggest that there is no evidence of a strong relationship between the premia payed by the different instruments and the structure of the public debt. Consequently, we refute the widespread notion that public indebtedness policies have increased the cost of servicing the debt. The empirical analysis suggests that the Mexican government increased the share of domestic currency denominated instruments in the public debt as a response to increased inflationary uncertainty. On the contrary, the government reduced the share of foreign currency denominated instruments in the public debt as a response to increased exchange rate uncertainty. This is interpreted as consistent with the antiinflationary commitment of the government because it kept the domestic debt indexed to inflation and, thus, reduced the incentives to liquefy the debt via price increases.

The authorities are requesting a new FCL arrangement for two years at the same level of access. In their view, the risk of a rapid rebalancing of investor portfolios away from emerging markets remains elevated. The IMF staff considers the proposed access level of SDR 47.292 billion to be appropriate. Uncertainties surrounding the global outlook, including risks related to the tightening of monetary policy in the United States, remain high.
