An active, though not necessarily large, stock market and high scores on an index of respect for legal norms are associated with faster than predicted rates of firm growth. Government subsidies to industry do not increase the proportion of firms growing faster than predicted. Demirgüç-Kunt and Maksimovic focus on two issues. First, they examine whether firms in different countries finance long-term and short-term investment similarly. Second, they investigate whether differences in financial systems and legal institutions across countries are reflected in the ability of firms to grow faster than they might have by relying on their internal resources or short-term borrowing. Across their sample, they find: * Positive correlations between investment in plant and equipment and retained earnings. * Negative correlations between investment in plant and equipment and external financing. * Negative correlations between investment in short-term assets and retained earnings. * Positive correlations between investment in short-term assets and external financing. These findings suggest that across very different financial systems, financial markets and intermediaries have a comparative advantage in funding short-term investment. For each firm in their sample, they estimate a predicted rate at which it can grow if it does not rely on long-term external financing. They show that the proportion of firms that grow faster than the predicted rate in each country is associated with specific features of the legal system, financial markets, and institutions. An active, though not necessarily large, stock market and high scores on an index of respect for legal norms are associated with faster than predicted rates of firm growth. They present evidence that the law-and-order index measures the ability of creditors and debtors to enter into long-term contracts. They define an industry's technological firm size as the firm size implied by industrial specific production technologies, including capital intensities and scale economies. Using cross-industry, cross-country data, the results indicate that financial development exerts a disproportionately large effect on the growth of industries that are technologically more dependent on small firms. This suggests that financial development accelerates economic growth by removing growth constraints on small firms and also implies that financial development has sectoral as well as aggregate growth ramifications. Book excerpt: Using a unique firm-level survey data base, covering fifty four countries, the authors investigate whether different financial, legal, and corruption issues that firms report as constraints, actually affect their growth rates. The results show that the extent to which these factors constrain a firm's growth depends very much on its size, and that it is consistently the smallest firms that are most adversely affected by all these constraints. Firm growth is more affected by reported constraints in countries with underdeveloped financial, and legal systems, and higher corruption. So, policy measures to improve financial, and legal development, and reduce corruption are well justified in promoting firm growth, particularly the development of the small, and medium enterprise sector. But the evidence also shows that the intuitive descriptors of an "efficient" legal system, are not correlated with the components of the general legal constraints that predict firm growth. This finding suggests that the mechanism by which the legal system affects firm performance, is not well understood. The authors' findings also provide evidence that the corruption of bank officials, constraints firm growth. This "institutional failure" should be taken into account, when modeling the monitoring role of financial institutions in overcoming market failures due to informational asymmetries.

It uses a firm-level survey database on 12 transitional economies of Eastern Europe and investigates whether financial and legal obstacles constrain firm growth dependent on firm size and age. Comparing the growth effect of financing constraints across firms of different type, the thesis finds that financial obstacles disproportionally constrain the growth of small firms compared to large firms, while there is relatively little evidence on the effect of legal constraints on the growth of firms of different type, and any kind of studied constraints on the growth of different aged firms. The empirical research is theoretically motivated by a simple credit rationing model.

Book excerpt: As emphasized by Hausmann, Rodrik and Velasco, the policy challenge of boosting growth requires prioritization and identifying what are the most binding constraints. This paper draws on firm-level data from the World Bank Enterprise Survey, which suggests that the obstacles for the functioning of firms is related to firm size. Recognizing the potential endogeneity and simultaneity between firms' constraints and firm size, we implement an Ordered-Probit model with a potential categorical endogenous regressor to estimate, for the case of Bolivia, the conditional probability of facing obstacles given the firm size category, while controlling for other factors. The results confirm the importance of allowing for the roles of firm size in identifying constraints and suggest priorities for policies to remove constraints to economic performance.

Across our sample, we find positive correlations between investment in plant and equipment and retained earnings, and negative correlations between investment in plant and equipment and external financing. We find negative correlations between investment in short-term assets and retained earnings, and positive correlations between investment in short-term assets and external financing. The findings suggest that across different legal and financial systems, financial markets and intermediaries have a comparative advantage in funding short-term investment. For each firm our sample we estimate a predicted rate at which it can grow if it does not rely on long-term external financing. We show that the proportion of firms that grow at rates exceeding this predicted rate in each country is associated with specific features of the legal system, financial markets and institutions. In countries whose legal systems score high on the efficiency index a greater proportion of firms use long-term external financing, in particular, long-term debt. An active, though not necessarily large, stock market and a large banking sector are also associated with externally financed firm growth. In our sample government subsidies to industry to not increase the proportion of firms growing at rates that exceed the predicted rate.

Based on a sample of large companies listed in Continental Europe in the period 2002-2011, this study suggests that investor protection level is related to firm growth. Specifically, investor protection: a) enhances the growth rate of the firm; b) affects growth sensitivity to leverage and cash flow. These results provide empirical support to recommendations by policy makers advocating for increased investor protection in Europe.

Available in PDF, EPUB and Kindle. Book excerpt: Why do most new firms which survive not grow while a handful grow sporadically, and rare outliers grow disproportionately? The prolific multi-disciplinary firm growth literature offers limited, disjointed, and inconclusive explanations of new venture growth. This dissertation, structured in three essays, examines the under-investigated nonlinear processes and outcomes of growth in new firms from different angles. In the first essay, the notion of new firm growth is explored from a theoretical perspective and a novel overarching conceptualization is proposed that spans across different theoretical lenses and levels of analysis. Reconciling different theoretical approaches is important because no single theory developed so far singlehandedly offers a comprehensive explanation as to why new firm growth is rare, sporadic, and highly skewed. By reframing the Penrose resource logic of firm growth as a system of process-outcome interactions and making use of organizational theories of change to further characterize these interactions, the essay proposes that nonlinear patterns of resource accumulation within and across new firms arise from feedback loops between teleological, evolutionary, and dialectical mechanisms of organizational change. This allows to reconcile three seemingly juxtaposing theoretical perspectives on the causality of firm growth being deterministic, voluntaristic or stochastic Firm-level growth nonlinearities are explored empirically in the second essay by testing the assumption of non-linear effects of resources on new firm growth. Emphasis is placed on financial resources, because they are foundational to acquiring other forms of resources, are highly versatile and comparable across industries and settings. Competing hypotheses of a positive linear, negative linear and curvilinear effect of financial resources on early growth outcomes in new firms are tested by aggregating meta-analytic evidence across a sample of published studies. By rejecting the linear positive and linear negative hypotheses and confirming the curvilinear relationship, the findings indicate more nuanced effects of versatile resources on growth in the uncertain context of new firms than prominently considered in resource-based literature. In the final essay, population-level nonlinearities of growth are studied by exploring under which conditions a parsimonious process whereby new firms allocate resources to pursue uncertain opportunities may explain the empirical regularities (rare, sporadic, and highly skewed) of new firm growth and result in a heavy-tailed distribution of growth outcomes across a population of new firms. Using an agent-based simulation, we also control for key parameters potentially influencing the process. Closest alignment of the proposed process with empirical regularities is found when (i) founding sizes of new firms are normally distributed, (ii) new firms follow bounded rationality rules to select which uncertain opportunities to pursue rather than randomly pick them, and (iii) the degree of uncertainty affecting opportunities is low to moderate. These findings shed new light on other generative mechanisms of growth and heavytailed firm size distributions considered in literature. The essay also introduces novel operationalizations of important theoretical constructs in entrepreneurship literature: opportunity, uncertainty, and product market fit

There is substantial evidence of a positive relationship between the level of financial development and economic growth. Little is known, about the role played by the legal structure affecting firm decision making on growth. We analyse banking regulation, disclosure requirements, company and bankruptcy laws, accountancy norms and rules about market competition. We find evidence that the efficiency of the legal environment affects significantly firm growth. We show that this result is unlikely to be driven by omitted variables. We also show that institutional framework impacts the influence of financial development on growth. We find that comprehensive shareholder and creditor protection affects more positively those sectors which are more externally financed; however disclosure requirements hinder the results of those industrial sectors that are more externally financed.
