Book excerpt: More than 500 thrift institutions were liquidated or merged by the regulatory authorities during the first half of the 1980s and hundreds more await similar action. Since such closures are frequently costly, it is important to assess not only the likelihood that an institution will fail, but also its likely cost, upon failure, to the insurance fund. This paper, therefore, focuses on the determinants of the cost of failure so as to assess the riskiness to the insurance agency of various activities that have recently come under increased regulatory control as well as to examine the importance of timeliness in closing insolvent institutions. It further examines the relationship between alternative book-value measures of net worth and the cost of failure.

The ingredients of the turmoil have been simmering in public view since at least the early 1980s when commercial bank loans to lesser developed countries (LDCs) began to default. The difficulties began to boil at the end of the decade when the prospect first arose that the banks' deposit insurer, the Bank Insurance Fund (BIF) that is administered by the Federal Deposit Insurance Corporation (FDIC), might require dollars to resolve bank failure as occurred in the savings and loan debacle. This book frames the major economic and policy issues raised by the banking crisis whose resolution largely determines the future of American banking. It focuses on the current reported condition of the banking industry, concentrating on large banks in particular. A longer-run economic prognosis for the banking industry is presented and the implications of future bank failures for the financial services sector and federal regulatory policy are discussed. Most importantly the book contains suggestions for changes in the nation's deposit-insurance system and accompanying banking laws. These changes would reduce the federal government's deposit insurance liability and would provide banks with potentially profitable opportunities. The study includes a wealth of data on the financial condition of American banks and the system as a whole, some of it not easily obtainable from any other source. The authors are internationally recognized as knowledgeable experts on the state of the American banking system and the options and prospects for US banking reform.

Book excerpt: On February 6, 1989, the Federal Home Loan Bank Board contacted Mid America Institute to inquire whether it would undertake an independent, academically oriented analysis of the insolvency resolution crisis in the thrift industry. The Senate Banking Committee, during the course of hearings on the thrift crisis, had suggested to the Bank Board tile desirability of an independent assessment of Bank: Board and FSLIC resolution methodology, specifically as it related to the controversy surrounding the December deals, the Southwest Plan, and the possibility that tax considerations were driving certain deals. The Bank Board had already initiated studies from industry-oriented perspectives. Therefore, it felt that an academic perspective would provide both a valuable addition to the process, and by the nature of academia, perhaps the best prospect of a credible and independent viewpoint. The Bank Board was prepared to give an appropriately structured Task Force virtually unlimited access to all personnel, documents and resources that the Task Force felt necessary to come to an uncompromising assessment. The only significant constraint imposed was that a report had to be available prior to the start of the next round of Senate Banking Committee hearings on March 1, 1989. The Task Force would be given complete discretion as to the scope and coverage of the report, but it was requested that the topic of the December deals, particularly the associated tax considerations, be a significant part of the report.

In this paper we discuss the role of the government in regulating and insuring depository institutions and then discuss the causes of and regulatory responses to the financial troubles of the thrift industry. To assist in the examination and regulatory process, we develop a statistical model that identifies key financial variables that affect the likelihood that a thrift institution will fail. We then assess the classification and prediction accuracy of the model. Finally, we examine the effect of the same key financial variables on the doller losses to the FSLIC once an institution fails.
