More particularly, it addresses the European setting where different types of GAAP regime have continued to function in the presence of the gradual harmonization of the underlying legal framework, and where the adoption of internationally recognised accounting standards by certain firms has anticipated the requirement for International Financial Reporting Standards. On the basis of estimates of the cost of equity that are implied by analysts' earnings forecasts, the paper provides evidence that financial market integration may have already contributed to mitigating the economic consequences of accounting diversity, and that switching to IFRS could have a short lived impact on capital markets. Moreover, based on firm level transparency and disclosure rankings provided by Standard and Poor's, it is shown how the quality of financial reporting conditions the implied cost of equity under different GAAP.

Though nominally working with accounting-based valuation models, the standard approach fails to recognize accounting principles that govern the accounting. Those principles incorporate risk, yielding expected earnings growth that informs about that risk and the corresponding cost of capital. By inserting growth rates into the ICC calculation without this consideration, the ICC fails an accounting consistency condition. Methods that estimate the ICC and growth jointly do not provide a remedy. The paper lays out this critique and provides empirical support.

I focus on the central importance of expectations of growth beyond the short period for which forecasts of future pay-offs (dividends and/or earnings) are available. I illustrate, using the stocks that comprised the Dow Jones Industrial Average (DJIA) at December 31, 2004 as an example, the differences between the growth rates implied by the data, and growth rates that are often assumed in the literature. My analyses show that assumptions about growth beyond the (short) forecast horizon may seriously affect the estimates of the expected rate of return and may lead to spurious inferences.

Book excerpt: We use the residual-income valuation model to simultaneously estimate firm-specific implied long-term growth rate in abnormal earnings and cost of capital by relating earnings-to-price and book-to-market ratios in a linear fashion. This simple framework estimates investors' consensus beliefs with respect to the long-term growth rate of abnormal earnings and the corresponding cost of capital embedded in the stock price. Empirical results show that the growth rate and cost of capital estimates obtained from this model and that of Easton [2004] exhibit desirable properties. Specifically, both cost of capital estimates, controlled for growth, are predictably related to various previously documented firm-specific factors. The cost of capital estimates using this and the Easton [2004] procedure are also positively related to one-year-ahead returns, especially when the change in cost of capital and growth are controlled. Overall, we show the importance of considering return decomposition as well as controlling for growth when assessing the relationship between cost of capital and various risk factors.

This paper analyzes a firm with one growth option and an accrual accounting policy that, in the absence of a growth option, would equate accounting earnings to Hicksian earnings. Under this accounting policy, the presence of a growth option induces abnormal earnings growth and increases the long run growth rate of expected earnings. Further analysis links the long run growth rate of expected earnings to the option-exercise strategy and the expected lifespan of the option. Implications concerning the relationship between Ramp;D investment, analysts' long run forecasts, and equity valuation are discussed.
