As a result, some observers have speculated that the manufacturing sector may have considerably less slack than is indicated by the FRB measures. Our view is that the two characterizations of manufacturing slack are not as incongruent as they first appear. This paper discusses the practical and conceptual differences between these measures of capacity utilization, and concludes that the recent divergence simply reflects the character of the latest business cycle"--Abstract.

Book excerpt: This study builds on recent research giving the notion of capacity utilization clearer economic foundations. In this research optimal output Y* is defined as the minimum point on the firm's short-run average total cost curve, and capacity utilization is then computed as CU=Y/Y*, where Y is actual output. Here I extend these concepts to include adjustment costs due to changes in the stock of capital, and nonstatic expectations of future output demand and input prices. The more general notion of CU is shown to depend on the shadow values of the firm's quasifixed inputs, and is decomposed to isolate the effects of anticipatory expectations. An empirical comparison is then made between traditional indices and alternative economic CU measures, using annual U.S. manufacturing data 1954-80. The calculated indices exhibit plausible patterns, which can be interpreted as the effects of nonstatic expectations and adjustment costs.

Book excerpt: This paper estimates the output gap in Russia using a utilization-adjusted production function approach, which we argue is preferable to traditional output gap methods. The approach amounts to (1) using available surveys to estimate the "natural rates" of capacity and labor utilization above which inflation begins to accelerate; (2) estimating a production function with utilization-adjusted capital and labor inputs; and (3) defining potential output as the level of output obtained when both capital and labor are at their estimated natural rates. The results suggest that the output gap in Russia was negative between 1999 and 2003, but may have recently become positive, thus contributing to inflationary pressures.

However, it is well known that economic capacity is difficult both to define and to measure. This paper considers alternative measures of capacity in which time-series methods are used to extract a permanent component from data on industrial production (IP). For a given industry, all that is needed to estimate the permanent component is the IP index for that industry. The associated utilization measure is calculated as IP divided by its permanent component. These measures have the advantage of being consistently measured over time; also, they are easily reproducible. Measures of resource utilization are primarily useful as indicators of inflation. Accordingly, the FRB series are evaluated relative to the alternatives in terms of their ability to explain both current and future producer price inflation. Data are analyzed for manufacturing as a whole and for a number of disaggregated industries. The results show that the alternative series generally perform as well as or better than the FRB series in terms of their ability to explain or predict inflation.

Consistent measures of state-level CU rates have been unavailable since 1982. The lack of a capacity measure has hindered regional studies of capital formation, long-run output growth, and productivity growth. Our model employs a neoclassical approach to estimate CU. We estimate a model to determine the optimal level of production and compare it with the actual level in order to define our CU index. Our results show that states in the West North Central, South Atlantic, and Pacific census divisions tend to have a CU index consistently above the nation's average. On the other hand, states in the East North Central and West South Central census divisions tend to have a CU index below the nation's average.
