Book excerpt: Islamic banking has emerged as a thriving industry because demand is increasing in both developed and developing countries including Malaysia. Islamic banks serve Muslim and non-Muslim communities with interest-free financial products and services. The development of Islamic banks should be in tandem with their contributions to achieve the objectives of Islamic law (Maqasid al-Shari'ah). Maqasid al-Shari'ah should form an integral part of the strategies underpinning the development of the Islamic financial system. However, the growth of Islamic banks is being challenged as they are not able to achieve Maqasid al-Shari'ah. It is argued that the failure to achieve Maqasid al-Shari'ah is caused by the weakness of the Performance Measurement System (PMS) of the banks. The key role of a PMS is to provide a link between business strategies and organizational objectives. Thus, the PMS of Islamic banks must be adapted to align with Maqasid al-Shari'ah. This study aims to explore the performance measurement practices in Malaysian Islamic banks based on Maqasid al-Shari'ah. The study also examines the differences between the two types of Islamic bank in Malaysia, namely, full-fledged Islamic banks and Islamic banking subsidiaries, in terms of Maqasid al-Shari'ah-based performance measures and organizational performance. To gather data for this study, the researcher distributed 146 questionnaires to various participants from head officers to senior managers in each department/business unit of all 16 Islamic commercial banks in Malaysia. The results indicate that only technological advancement and regulatory compliance have a direct relationship with the Maqasid al-Shari'ah-based performance measures. In addition, the results also indicate that having Maqasid al Shari'ah-based performance measures would enhance the organizational performance of Islamic banks. The results also reveal that a differentiation strategy, technological advancement, innovativeness, and regulatory compliance bring about greater interdependence on the Maqasid al-Shari'ah-based performance measures, which induces improved organizational performance in Islamic banks. This study also found that financial and non-financial measures as well as performance measures based on the Maqasid al-Shari'ah framework are equally important and are being implemented in Islamic banks in Malaysia. However, the findings show that there are significant differences in terms of Maqasid al-Shari'ah-based performance measures as well as organizational performance for both types of Islamic bank. Therefore, this study contributes to the performance measurement literature on Maqasid al-Shari'ah-based performance measures in the context of Islamic banks.

Book excerpt: This paper aims to compare and investigate the performance of Islamic banks against conventional banks, and foreign Islamic banks against domestic Islamic banks in Malaysia for the period 2006 to 2010. The study uses 33 banks in Malaysia comprise of 18 commercial banks, 15 Islamic banks, I 0 domestic Islamic banks, and 5 foreign Islamic banks. Financial ratios of return on assets (ROA) and return on equity (ROE) are used as dependent variables and independent variables comprise of loan loss provisions to total assets, net loans to total assets, total overheads to total assets, shareholders equity ratio, bank size (total assets), gross domestic products and inflation rate. Descriptive, correlation, multiple regression and test of significance for equality of means analyses were employed to test the hypotheses. In general, the study found that the independent variables respond inconsistently on dependent variables based on type of the banks. Furthermore, the study found that the conventional banks perform better than Islamic banks in term of profitability, size and assets quality. Same goes to domestic Islamic banks where they perform better than foreign Islamic banks in term of profitability, size and asset quality.

These findings are consistent with our expectations. Overall, our results suggest that there are highly significant relationships between returns, capital ratios, market concentration and money supply, which can all be used in assessing performance.

We also examine the internal and external factors influencing the revenue efficiency of the Islamic banks. The sample comprised of 17 domestic and foreign Islamic banks. We employ the Data Envelopment Analysis (DEA) method to compute the revenue efficiency levels. The results indicate that the domestic Islamic banks have exhibited lower revenue efficiency levels compared to their foreign bank peers. We find that capitalization, market power, and liquidity have positive and significant relationships with Malaysian Islamic banks' revenue efficiency. The results indicate that the impacts are not uniform across Islamic banks of different ownership forms.

The analysis illustrates that income per capita, share of Muslims in the population and status as an oil producer are linked to the development of Islamic banking, as are economic integration with Middle Eastern countries and proximity to Islamic financial centers. Interest rates have a negative impact on Islamic banking, reflecting the implicit benchmark for Islamic banks. The quality of institutions does not matter, probably because the often higher hurdle set by Shariah law trumps the quality of local institutions in most countries. The 9/11 attacks were not important to the diffusion of Islamic banking; but they coincided with rising oil prices, which are a significant factor in the diffusion of Islamic banking. Islamic banks also appear to be complements to, rather than substitutes for, conventional banks.

Several efficiency estimates of individual banks are evaluated using non-parametric Data Envelopment Analysis (DEA). Two different approaches have been employed to differentiate how efficiency scores vary with changes in inputs and outputs. To examine the impact of risk factor on Islamic bank efficiency, we have incorporated problem loans as a nondiscretionary input variable in our analysis. The findings suggest that during the period of study, scale inefficiency dominates pure technical inefficiency in the Malaysian Islamic banking sector. We found that foreign banks have exhibited higher technical efficiency compared to their domestic peers. The inclusion of risk factors has mixed impact on Malaysian Islamic banks' efficiency. The results seems to suggest that while potential economies of scale may be overestimated when risk factors are excluded, pure technical efficiency estimates on the other hand, tend to be much more sensitive to the exclusion of risk factors. The empirical results from the Spearman and Pearson tests reinforce these findings.

Consistent with previous finding, during the period under study, the results suggest that gross domestic product (GDP) help to explain the variations in the Malaysian Islamic Banks while inflation has a negative impact on bank profitability.

The growth in Islamic banking in Malaysia has contributed successfully; that makes the country become a reference to other countries. With this overwhelming growth, therefore this study is undertaken to investigate the determinants of the customers' intention to use Islamic Banking Product (IBP). The findings indicate that social influence and image & reputation have significant influence towards intention to use IBP, while religious belief and service quality were found to be insignificant. Social influence is found to be an important determinant, as the respondents feel to become closer and to be apart among their peers. Financial institutions should maintain and upgrade their image and reputation, as the item is found as the determinant of intention to use IBP. The study makes a contribution to the literature on Islamic banking in Malaysia. The findings achieved in this study will be of interest to practitioners and academics concerned with the developments of the Malaysian Islamic banking industry.

They can either employ high capital ratios which increase the soundness and safety of the bank and lowers the required return (risk) by investors, or depend on deposits and Islamic bonds which are considered cheaper sources of funds due to their tax deductibility. IBs' management must carefully decide upon the appropriate mix of debt and equity, namely, capital structure, in order to maximize the value of the bank. This study examines the effect of capital structure on IBs' performance in an attempt to provide guidance to managers in the issue of raising capital. The study also examines whether regulatory capital requirements are the first-order determinants of IBs' capital decisions. Furthermore, the study calculates the optimal capital structure for the sample IBs and uses it as guidance for capital structure decisions. Using a sample of 85 IBs covering 19 banking systems, the study uses a Two-Stage Least Squares (2SLS) method to examine the performance determinants of IBs' in order to control for the reverse causality from performance to capital structure and uses the Ordinary Least Squares (OLS) method to examine the determinants of IBs' capital structure. After controlling for macroeconomic environment, financial market structure and taxation, results indicate that IBs' performance (profitability) measures respond positively to increases in equity (capital ratio). The result is consistent with the signaling theory which predicts that banks expected to have better performance credibly transmit this information through higher capital. As for the reverse causation from performance to capital structure, results indicate that more profitable IBs employ higher leverage. This is consistent with the efficiency-risk hypothesis which predicts that more profitable firms choose lower equity ratios (higher leverage). Risk is found to be an insignificant factor in determining leverage, which indicates that minimum capital requirements are not first-order determinants of IBs' capital structure and that standard determinants of capital structure can explain variation in IBs' book capital. Results of optimal capital structure finds that the capital-asset ratio has an increasing effect on IBs' profitability. The optimal capital ratio is found to be 37.41%. At capital ratios below 37.41% equity is expensive and has a negative effect on return on equity (ROE) due to the higher required return by investors. Beyond 37.41% equity starts to have a positive effect on ROE and becomes a cheap source of financing. As a general guide, IBs should have minimum capital ratios of 37.41% to be viewed as safe and sound by investors and to lower the cost of issuing additional equity.
