The short-term outlook is positive, although downside risks are significant The outlook for low underlying inflation leaves scope for monetary policy to continue to support growth. The government's resolve to address the deterioration in the fiscal accounts has been commended. The challenge now is to implement the proposals and prepare for medium-term output. Redressing shortcomings of the judicial and legal systems is the top priority for structural reform.

Available in PDF, EPUB and Kindle. Book excerpt: Czechia's nascent recovery from the pandemic has been hindered by Russia’s war in Ukraine. Gas shortages are unlikely this winter but further increases in energy prices are a key risk. Inflation, which is well above target, and the rise in the cost of living are causing significant social pressure. The labor market remains tight and risks from a heated property market persist. Growth is projected to slow in 2022 and 2023 but to recover in 2024. Risks are tilted to the downside for activity and to the upside for inflation.

Growth has slowed as the economy has reached capacity limits, with very low unemployment even as participation has increased. Recent wage increases have been very strong, ahead of productivity. So far, inflation remains contained. The economy continues to run a current account surplus, even though domestic absorption has picked up. But the housing market is pressured, especially in metropolitan areas. Policies should balance risks of overheating against a faster-than-expected slowdown and aim to boost potential growth.

Book excerpt: This 2018 Article IV Consultation highlights that Czech Republic’s growth has been strong, broad-based and job rich. The economy grew at 4.4 percent in 2017, led by strong domestic demand. The unemployment rate fell to a record low of 2.3 percent in April 2018, even with increased participation. Meanwhile, headline and core inflation are close to the target of 2 percent. Growth is projected to remain strong this year, at 3.7 percent, but labor shortages are putting constraints on future growth. In the near term, a decline in global trade is a major risk for a small economy highly dependent on external demand, particularly from the euro area, but also indirectly from other regions given how tightly integrated is the Czech economy into supply chains.

Book excerpt: Growth is gaining momentum, led by strong external demand while domestic demand is also picking up. The central bank’s foreign exchange intervention policy has helped stem deflationary pressures but inflation is still well below target. Following substantial fiscal adjustment over the past three years, an easing of the fiscal stance is underway and the new government’s medium-term fiscal plans have not yet been fully elaborated. The financial system is sound and resilient to shocks, and improvements in the regulatory and supervisory architecture are ongoing. The challenge for the authorities is to create the conditions for strong and sustainable growth while maintaining macroeconomic stability.

Book excerpt: The economy is growing strongly on account of improving domestic demand and robust exports. Fiscal policy has been supportive of the recovery and the authorities’ medium-term fiscal objective is appropriate, but fiscal framework legislation that would anchor policy is yet to be approved. The central bank’s use of an exchange rate floor as an additional instrument to achieve its inflation objective, in the context of the inflation- targeting framework, has helped stem deflationary pressures, but inflation is still well below target. The financial system is sound and resilient to shocks. The challenge for the authorities is to safeguard macroeconomic stability and create conditions for strong and sustainable growth. Policy recommendations. • Fiscal policy. Maintain a supportive fiscal stance this year, but embark on a modest and very gradual fiscal consolidation thereafter, consistent with the medium-term deficit objective. Embed this objective in a comprehensive framework to enhance its effectiveness in anchoring fiscal policy. Improve budget composition, with higher capital spending to address infrastructure needs offset by efficiency gains in current expenditure and improved revenue administration. • Monetary policy. Continue to focus on inflation targeting in policymaking and communication, and maintain supportive monetary conditions until deflation risks recede and inflation expectations become entrenched around the inflation target. Consider carefully the timing and mechanics of the eventual normalization of monetary policy. • Financial sector. Remain vigilant and be ready to address possible risks to financial stability. • Structural reforms. Remove impediments to higher potential growth, including through policies to increase labor market participation of certain segments of the population, enhance investment in human and physical capital, and improve the business climate.

This 2008 Article IV Consultation highlights that the shrinking demand from the euro area, especially Germany, will curtail exports and direct investment inflows. Executive Directors have praised the generally strong fundamentals that have helped the Czech economy weather the initial spillover effects of the global financial crisis relatively well. Directors have supported the Czech National Bank’s recent decisions to cut the policy interest rate.

Domestic demand has become self-sustaining since mid-2010. Fixed investment grew moderately in the second half of 2010, mostly on account of one-off factors. GDP has grown by 2.3 percent in 2010. Despite accommodative monetary policy, inflation pressures remained subdued until the recent surge in commodity prices. The virtually foreign-owned banking system has been stable throughout the crisis. Fiscal consolidation has commenced in 2010 and helped yield significant credibility gains.

Book excerpt: Growth slowed considerably following Russia’s invasion of Ukraine, reflecting disruptions in global value chains, significant increases in energy and commodity prices, an erosion in real wages, and a necessary tightening in monetary policy. Growth is expected to pick up in 2024, led by consumption and fixed investment—as inflation fades and real income recovers—supported by net exports. Nevertheless, over the medium term, GDP is not expected to reach the levels consistent with its pre-pandemic trend. Inflation peaked in 2022 and is projected to meet its target by early 2025. Risks are tilted to the downside for activity and to the upside for inflation.

Book excerpt: This 2005 Article IV Consultation highlights that recent accession to the European Union and gains in growth performance reinforced the Czech Republic’s position as one of the most open and developed economies among the new member states. Thanks to substantial foreign direct investment, its manufacturing sector is closely integrated into cross-border production networks, and foreign-owned firms now account for most of industrial exports. Banking sector indicators are positive, and bank lending—led by credit to households—continue to rebound. Past restructuring and improved risk management have also strengthened banks.
