Book excerpt: Concerns about excessive variability in bank risk weights have prompted their review by regulators. This paper provides prima facie evidence on the extent of risk weight heterogeneity across broad asset classes and by country of counterparty for major banks in the European Union using internal models. It also finds that corporate risk weights are sensitive to the riskiness of an average representative firm, but not to a market indicator of a firm’s probablity of default. Under plausible yet severe hypothetical scenarios for harmonized risk weights, counterfactual capital ratios would decline significantly for some banks, but they would not experience a shortfall relative to Basel III’s minimum requirements. This, however, does not preclude falling short of meeting additional national supervisory capital requirements.

Book excerpt: This study assesses the overall impact on credit of the financial regulatory reforms in Europe, Japan, and the United States. Long-term cost estimates are provided for Basel III capital and liquidity requirements, derivatives reforms, and higher taxes and fees. Overall, average lending rates in the base case would rise by 18 bps in Europe, 8 bps in Japan, and 28 bps in the United States. These results are similar to the official BIS assessments of Basel III and an OECD analysis, but lower as a result of including expense cuts and reductions in the returns required by investors. As a result, they are markedly lower than those of the IIF.

It is deeply connected to the real economy due to the systemic nature of some banks, but also because well-managed lending facilities are key for wealth creation and technological innovation. This book is a collection of innovative papers in the field of credit risk management. Besides the probability of default (PD), the major driver of credit risk is the loss given default (LGD). In spite of its central importance, LGD modeling remains largely unexplored in the academic literature. This book proposes three contributions in the field. Ye & Bellotti exploit a large private dataset featuring non-performing loans to design a beta mixture model. Their model can be used to improve recovery rate forecasts and, therefore, to enhance capital requirement mechanisms. François uses instead the price of defaultable instruments to infer the determinants of market-implied recovery rates and finds that macroeconomic and long-term issuer specific factors are the main determinants of market-implied LGDs. Cheng & Cirillo address the problem of modeling the dependency between PD and LGD using an original, urn-based statistical model. Fadina & Schmidt propose an improvement of intensity-based default models by accounting for ambiguity around both the intensity process and the recovery rate. Another topic deserving more attention is trade credit, which consists of the supplier providing credit facilities to his customers. Whereas this is likely to stimulate exchanges in general, it also magnifies credit risk. This is a difficult problem that remains largely unexplored. Kanapickiene & Spicas propose a simple but yet practical model to assess trade credit risk associated with SMEs and microenterprises operating in Lithuania. Another topical area in credit risk is counterparty risk and all other adjustments (such as liquidity and capital adjustments), known as XVA. Chataignier & Crépey propose a genetic algorithm to compress CVA and to obtain affordable incremental figures. Anagnostou & Kandhai introduce a hidden Markov model to simulate exchange rate scenarios for counterparty risk. Eventually, Boursicot et al. analyzes CoCo bonds, and find that they reduce the total cost of debt, which is positive for shareholders. In a nutshell, all the featured papers contribute to shedding light on various aspects of credit risk management that have, so far, largely remained unexplored.

In 1992, the post-Soviet Russian government signed an agreement with the United States to create the Russian housing market. The vision of an American-style market guided housing policy over the next two decades. Privatization gave socialist housing to existing occupants, creating a nation of homeowners overnight. New financial institutions, modeled on the American mortgage system, laid the foundation for a market. Next the state tried to stimulate mortgages—and reverse the declining birth rate, another major concern—by subsidizing loans for young families. Imported housing institutions, however, failed to resonate with local conceptions of ownership, property, and rights. Most Russians reject mortgages, which they call "debt bondage," as an unjust "overpayment" for a good they consider to be a basic right. Instead of stimulating homeownership, privatization, combined with high prices and limited credit, created a system of "property without markets." Frustrated aspirations and unjustified inequality led most Russians to call for a government-controlled housing market. Under the Soviet system, residents retained lifelong tenancy rights, perceiving the apartments they inhabited as their own. In the wake of privatization, young Russians can no longer count on the state to provide their house, nor can they afford to buy a home with wages, forcing many to live with extended family well into adulthood. Zavisca shows that the contradictions of housing policy are a significant factor in Russia’s falling birth rates and the apparent failure of its pronatalist policies. These consequences further stack the deck against the likelihood that an affordable housing market will take off in the near future.
