Book excerpt: We estimate the effect of corporate diversification on firm value using a sample of 766 segment-year observations during 2004-2008 for firms listed on the Australian Stock Exchange as of August 2009. In addition to conventionally used measures of diversification, we develop five new measures of diversification that explicitly take into account the degree to which a multi-segment firm's various segments are in related lines of business. We use three different excess value measures to estimate the valuation effect of diversification. We find that multi-segment firms in our sample enjoyed a significant diversification premium that ranges from 12.4% to 18% depending on the measures of diversification and excess value. We also find some evidence that multi-segment firms benefit more from diversification when their executives are motivated more through long-term incentives such as stock and stock options.

We document that geographic diversification provides a compensation premium, while industrial diversification is associated with lower levels of CEO pay. We also examine the effect of corporate diversification on the structure and performance criteria of CEO compensation contracts. We find that both diversification strategies are associated with a greater use of incentive-based compensation and with a greater reliance on market-based, rather than accounting-based measures of firm performance. Finally, we address the question of whether shareholders reward CEOs for corporate diversification. We document that while value-enhancing geographic diversification is rewarded, non-value-enhancing industrial diversification is penalized.

Book excerpt: Unlike the failure of a non-financial firm, the failure of a systemically important financial firm will reduce the value of a diversified shareholder portfolio because of an increased level of systemic risk. Thus diversified shareholders of a financial firm generally internalize systemic risk whereas managerial shareholders and blockholders do not. This means that the governance model drawn from non-financial firms will not fit financial firms. Regulation that limits risk taking by financial firms can thus provide a benefit, rather than necessarily impose a cost, for the typical diversified public shareholder. Managerial shareholding also gives rise to particular problem of the CEO who, despite the increasing precariousness of the firm's position, may be reluctant to pursue equity infusions or to sell the firm because of the consequent dilution of his ownership stake. This might be called the “Fuld problem.” To mitigate excessive risk-taking both in ordinary operations and as the firm approaches financial distress, the paper proposes a new compensation mechanism for senior managers, convertible equity-based pay. Upon certain external triggers, such as a downgrade into a high risk category by regulators or a stock price decline of a particular percentage, such stock-based compensation should convert into subordinated debt, at a valuation discount. This will give managers an incentive to curb excessive risk-taking and in particular to steer the firm away from financial distress.

Book excerpt: Data for a sample of 558 CEOs over 1985-1990 suggest substantial compensation premia for managers of diversified firms. The CEO of a firm with two distinct lines of business averages 10 to 12 percent more in salary and bonus and 13 to 17 percent more in total compensation than the CEO of a similar-sized but undiversified firm, all else equal. This corresponds to average 1990 salary gains of $115,000 to $145,000 per year for our sample. Diversification may raise pay because the CEO's job requires higher ability or because it is associated with CEO entrenchment. If ability explains the correlation, we would expect the diversification premium to be invariant to tenure. Entrenchment models suggest higher premia for more experienced (more entrenched) CEOs, and an increase in compensation when the CEO diversifies the firm. The data support an ability model over an entrenchment explanation. The diversification premium is unaffected by tenure, and increasing diversification reduces compensation for incumbent CEOs, all else equal.

Our empirical evidence is consistent with a theory of managerial entrenchment as well as with a theory of optimal contracting between shareholders and managers. To distinguish between the theories we examine the association between firm value and the structure of the compensation contract along with the use of alternative governance mechanisms in diversified firms. We find only a weak relation between the sensitivity of compensation to stock-price performance and the size of the value loss from diversification. Moreover, we find that the use of alternative governance mechanisms is not suppressed in diversified firms. Our results appear to be more consistent with optimal contracting, and suggest that the existence and magnitude of the diversification discount cannot be attributed to agency problems between managers and shareholders.

Prior literature suggests three explanations for why companies are granting stock options as a form of compensation to non-executive employees. Broad-based option grants can be used as an incentives tool, a sorting mechanism, and a means of assisting with employee retention. An alternative explanation also exists, namely, that financially constrained firms use broad-based option grants as a form of self-financing. This dissertation contributes to existing literature by examining the financial-constraints hypothesis in firms' option-granting practices. It is the first study to combine two independent approaches in testing the financial-constraints hypothesis in firm-wide option grants. Using simulated and empirical returns in utility model for a representative individual employee, I investigate whether option-based substitutions for a portion of payment in cash can result in economic savings to firms. Secondly, using empirical data on broad-based option grants and utilizing a financial constraints index and individual variable proxies for constraints, I examine the relationship between option grants and the severity of financial constraints to which the firm is subject. I find that direct financial benefits to the firm from the use of option grants are, in general, possible. However, sorting is more likely primary reason for using broad-based option grants, while self-financing is a positive side effect of sorting. Essay II. Agency problems are generally viewed in the literature as one of the reasons why the diversification discount exists. The adoption of equity-based forms of pay (EBC) in CEOs' compensation is considered one way of mitigating agency problems and thus enhancing the value of the firm. Essay II investigates how the intensity of EBC impacts the valuation of diversified firms in two dimensions of diversification: industrial and geographic. Building on the prior literature, this study takes a multi-dimensional approach by considering the combined effects of EBC levels, degrees of product, and geographic diversification on the valuation of the firm. Based on the results of this study I conclude that a firm's valuation is negatively affected by geographic diversification, but it is positively related to industrial diversification, while firms pursuing dual diversification strategies are valued at a discount. Use of the EBC helps to mitigate agency problems and has a positive effect on the firm's valuation. Finally, as a secondary objective I investigate whether regulatory changes (adoption of the SFAS No. 131, FASB 1997) affect the nature of the reported segment data. I find that new regulations do not materially alter the nature of the reported segment data, at least for the purposes of this study.
