Book excerpt: Prior to 2012, the Chinese VAT applied primarily to supplies of goods, with supplies of services, including financial services, subject to a turnover tax known as the Business Tax. The value of financial services in respect of a loan was interpreted as the gross interest payable on the loan. As a consequence, a 5% turnover tax was applied to interest payments, with no input tax recovery by business customers in the VAT system. The result was overtaxation of all borrowers and, in particular, business customers facing significant biases and distortions from the compounding tax liability. Since 2012, Chinese authorities have gradually been shifting services subject to the Business Tax into the VAT. Yet to be moved are loans and similar financial services as there is no clear agreement as to how the Business Tax rules on financial services might be integrated into the VAT. Somewhat ironically, depending on how they are migrated into the VAT and the VAT input tax system, these unprincipled and distorting rules might end up providing a model for taxing financial services in a VAT. The result has the potential to be the benchmark for reform of the VAT in the 21st century.

Book excerpt: China initiated the Value-Added Tax (VAT) reform on May 1, 2016, which replaced Business Tax (BT) with VAT in an effort to reduce the burden of taxpayers and benefit enterprises and industries. China primarily levied VAT on the goods sector and BT on the service sector. With the VAT system, the purchase tax is fully deducted, while its rate is set by sales with the BT system. Accordingly, industries, especially the service sector, welcome the reform, in that the VAT is replaced with BT in associated sectors and decreases tax rates.The growth of the service sector can help to improve unemployment. China seems to be stepping up efforts to solve overproduction and making full use of measures such as company liquidation and bankruptcy. However, this is also leading to mass layoffs. China needs to expand its service sector in order to reduce unemployment. The Chinese government may look forward to a positive impact on its economy through expansion of the VAT reform to new sectors.Chinese political parties may also welcome the VAT reform. Although the VAT reform was nationally launched on May 1, 2016, it had started from 2012 as a trial program under Hu's leadership, the former Chinese president. Throughout Hu Jintao and Xi Jinping's regimes, it took four and half years to complete the tax reform plans. Two regimes may be proud to have been consistent in carrying out the tax policies in their regimes. Moreover, the growth of the service sector, the current regime's focus, has a significant role in 'the changes of economic growth pattern' emphasized by the former regime.This article explores the potential effects of the VAT in China, and describes implications for policy in Korea.

The findings draw on economic theory, international experiences, as well as discussions with Chinese authorities during a workshop in Yangzhou and meetings in Beijing. The personal income tax on wages is low, but the tax wedge, which includes social security contributions, is high and follows an unsteady pattern, rising, falling, and again rising. The taxation of labor differs strongly by type and location of employment. The schedular system of the personal income tax means that labor taxes differ depending on the category into which income falls. Small businesses are offered some simplifications but are likely to still face disproportionally greater compliance costs.

One is that a separate export rebate system exists where rebate rates are linked from rates paid on creditable inputs. The other is the use of an income base for which there is no crediting of taxes on capital good, rather than the more conventional consumption base with expensing of investment expenditures. Here we argue that in a conventional competitive model both impurities would typically involve a welfare loss, but if we use a numerical calibrated equilibrium model with a monetary structure capturing by these Chinese features in which the trade surplus is endogenously determined and the exchange rate is exogenously set, things are different. These impurities effectively act as added taxes on domestic production (lowed export rebate rates, taxes on a larger VAT base) and tax exporting. Tax exporting reduces exports which lowers the surplus and accumulation of foreign currency. In a static model, a reduced surplus is welfare improving. Using 2002 data, we thus find that China's impure VAT system yields welfare gains in contrast to what a conventional model would show. These results are important since there are arguments being made inside and outside China for changes to be made and move closer to a pure VAT. Our results suggest that unless there are wider changes first in macro-structure, such changes may not be welfare preferred.

In addition, most services are subject to the business tax, which is not creditable against VAT, but which accrues to local governments, and operates as a turnover tax. On grounds of economic efficiency, it would be desirable to eliminate these distortions so that domestic producers are not increasingly placed at a disadvantage as China dismantles tariff and nontariff barriers on competing goods. Reforming indirect taxation would however generate considerable revenue losses for local governments and, in the absence of any compensatory mechanisms, there would be significant impediments to the needed reforms. This paper focuses on the extent of revenue losses, their distribution across provinces, and possible options for compensation.
