Book excerpt: One of the more noteworthy aspects of the recent mutual fund boom is the participation of banks and other financial institutions--institutions that have traditionally competed with mutual funds for savings customers. Banks are entering the mutual fund industry to generate fee income and to retain customers. Their involvement is most apparent in investment advisory and brokerage services, made possible by favorable regulatory and court ruling. About one-fifth of all U.S. banks currently sell third-party, private-label or proprietary funds to their customers. Thus far, the revenue generated from mutual fund activities is very small relative to total bank revenue, averaging less than one percent. This income must be weighed against the costs-- financial, regulatory and possibly reputational--of these programs. Policymakers have expressed concerns about insured depository institutions selling uninsured products and the potential confusion that it creates for customers. Because of the uncertain regulatory and legal environment as well as a lack of good data on the financial costs associated with these programs, the risk-reward question remains very much an open one.

In recent years, markets have observed an innovation that changed the way open-end funds are priced. Alternative pricing rules (known as swing pricing) adjust funds’ net asset values to pass on funds’ trading costs to transacting shareholders. Using unique data on investor transactions in U.K. corporate bond funds, we show that swing pricing eliminates the first-mover advantage arising from the traditional pricing rule and significantly reduces redemptions during stress periods. The positive impact of alternative pricing rules on fund flows reverses in calm periods when costs associated with higher tracking error dominate the pricing effect.
