Book excerpt: This study contributes to the relevant literature by providing an explanation on the reason and the economic conditions under which the spread proves to be such a powerful predictor of economic activity. For over two decades numerous studies have provided evidence on the predictive ability of the yield spread for real economic growth. While all this large literature has focused on how well the spread helps towards predicting real activity, none of these studies has given an answer on why the spread predicts. This study deals with this issue by attempting to find an answer on the reason and the economic conditions under which the spread proves to be such a powerful predictor of economic activity. We examine whether the explanation of spread's predictive ability lies behind interest rate volatility, supposing that the economy oscillates between high and low volatility regimes. For this reason we nest GARCH models into Markov regime switching models.When we assume that the economy simply oscillates between different regimes, interest rate volatility does not explain the spread's predictive ability. However, we obtain a very interesting result when we augment the conditional variance with a level effects term. This ensures that in an environment with high levels of interest rates - in which the rational agents expect the economy to slow down - there is a greater possibility for the economy to switch to a high volatility regime. Under these economic conditions, interest rate volatility appears to be the reason of spread's predictive power from one up to three years.

Book excerpt: The U.S. business cycle typically leads the European cycle by a few quarters and this can be used to forecast euro area GDP. We investigate whether financial variables carry additional information. We use vector autoregressions (VARs) which include the U.S. and the euro area GDPs as a minimal set of variables as well as growth in the Rest of the World (an aggregation of seven small countries) and selected combinations of financial variables. Impulse responses (in-sample) show that shocks to financial variables influence real activity. However, according to out-of-sample forecast exercises using the Root Mean Square Error (RMSE) metric, this macro-financial linkage would be weak: financial indicators do not improve short and medium term forecasts of real activity in the euro area, even when their timely availability, relative to GDP, is exploited. This result is partly due to the 'average' nature of the RMSE metric: when forecasting ability is assessed as if in real time (conditionally on the information available at the time of the forecast), we find that models using financial variables would have been preferred, ex ante, in several episodes, in particular between 1999 and 2002. This result suggests that one should not discard, on the basis of RMSE statistics, the use of predictive models that include financial variables if there is a theoretical prior that a financial shock is affecting growth.

Henceforth, not only these major central banks, but also other economies started to lower their policy interest rates soon in conventional way. These policies pushed interest rates almost to zero and since then the rates have remained very low due to lower output level and disinflationary fears.

We conduct a comparative analysis of the forecasting performance of various specifications by focusing on the last three major US economic slowdowns. The results indicate that although linear models are useful in predicting the 1990 and 2001 decline in economic activity, none of these give signal of the 2007 decline in GDP. We find evidence that there is more information in the shape of the yield curve about the future economic activity than that provided by only the spread. We document that probit models are doing well in signalling the onset of 2007 crisis although they fail to capture its duration.
