Paramount among these are public versus private ownership, vertical integration versus deintegration, and retail competition versus monopoly distribution. Each of these, as well as other structural characteristics of utilities and their markets, are analyzed for their effects on costs and price. These issues are important for a number of reasons. The U.S. electric power industry is presently embarking on a fundamental restructuring in terms of integration and competition. In other countries, privatization of state-owned enterprises is being viewed as the answer to unsatisfactory performance. From a longer perspective, the question of the relative performance of publicly owned versus privately owned utilities in the U.S. has never been resolved. And despite much speculation there is little reliable evidence as to the importance of either vertical integration or competition.

The principles contained herein could be employed to assist in the determination of the cost-minimizing amount of output (i.e., electricity), which could then be used to determine whether a merger between two entities makes sense (i.e., would increase profitability). Other examples abound: public regulatory commissions also need help in determining whether mergers (or divestitures) are welfare-enhancing or not; ratemaking policies depend on costs and properly determining the costs of supplying electric (or gas, water, and local telephone) service. Policy makers, too, can benefit in terms of optimal market structure; after all, the premise of deregulation of the electric industry was predicated on the idea that generation could be deregulated. Book excerpt: The current distribution of power markets around intermediate structures that fall between the two extremes of full integration and unbundling suggests that there has not been a linear path to power market structure reform. Rather, many developing countries may retain intermediate structures into the foreseeable future. This possibility exposes a gap in the understanding of power market structures, since most theoretical work has focused on the two extreme possibilities and there is limited evidence of the impact of unbundling for developing countries. Power Market Structure takes a novel analytical approach to modeling market structure, together with ownership and regulation, in determining performance across several indicators, including access, operational and financial performance, and environmental sustainability. Its conclusions--which will be of particular interest to policy makers, academics, and development practitioners--reflect evidence drawn from statistical analysis and a representative sample of 20 case studies, selected based on initial conditions such as income and power system size. The key result of the analysis is that unbundling delivers results when used as an entry point to implementing broader reforms, particularly introducing a sound regulatory framework, and reducing the degree of concentration of the generation and distribution segments of the market by attracting additional public and private players and greater private sector participation. In addition, there seems to be a credible empirical basis for selecting a threshold power system size and per capita income level below which unbundling of the power supply chain is not expected to be worthwhile. Partial forms of vertical unbundling do not appear to drive improvements. The most likely reason is that the owner was able to continue exercising control over the affairs of the sector and hinder the development of competitive pressure within the power market.

By law, electric utilities have the obligation to provide electricity to customers in a "safe and adequate" manner. In exchange for this obligation, utilities are granted a monopoly right to provide electricity to customers within well-defmed service territories. However, utilities are not unfettered in their monopoly power; public utility commissions regulate the relationship between a utility and its customers and limit profits to a "fair rate of return on invested capital. " From its inception through the late 1970s, the electric utility industry's opera tional paradigm was to continue marketing electricity to customers and to build power plants to meet customer needs. This growth was facilitated by a U. S. energy policy predicated upon the assumption that sustained electric growth was causally linked to social welfare (Lovins, 1977). The electric utility industry is now in transition from a vertically integrated monopoly to a more competitive market. Of the three primary components (generation, transmission, and distribution) of the traditional vertically integrated monopoly, generation is leading this transformation. The desired outcome is a more efficient market for the provision of electric service, ultimately resulting in lower costs to customers. This book focuses on impediments to this transformation. In partiCUlar, it argues that information control is a form of market power that inhibits the evolution of the market. The analysis is presented within the context of the transformation of the U. S.
