Available in PDF, EPUB and Kindle. Book excerpt: In this paper we examine the industry specific determinants of the information content of sales incremental to earnings in explaining stock returns. We find that across industries the information content of sales beyond earnings in explaining contemporaneous return is significantly associated with the timeliness of earnings and sales information to the market. We find evidence of income smoothing which can arise from firms' accounting and operating decisions. The increase in 2 R due to sales in explaining returns varies widely across industries and is with and due to adding sales in addition to earnings with mean 57% after controlling for the effects of the timeliness of sales and earnings.

Book excerpt: Uncertainty about firms' future payoffs is the dominant factor in explaining stock return volatility at the firm level. However, summary financial statement numbers such as earnings only provide a limited measure of expected payoffs, as they do not reflect firms' fundamentals on a timely basis. We demonstrate theoretically and empirically that information about firms' fundamentals contained in analysts' forecasts (which we label as quot;non-accounting informationquot;) is expected to influence future stock return volatility. When combined with Ohlson's (1995) linear information dynamics, the accounting version of the Campbell-Shiller model (Campbell and Shiller 1988a, 1988b; Vuolteenaho 2002) implies that if current non-accounting information is more uncertain, then future stock returns are expected to be more volatile. Our empirical evidence supports the theoretical predictions, and the results are valid for measures of both systematic and idiosyncratic volatility. Additional analysis yields some evidence that both favourable and unfavourable news from non-accounting information increases future stock return volatility. Overall, our results highlight the relevance of information in analysts' forecasts beyond what is contained in the current financial statements.

Book excerpt: Since 2001, the number of financial statement line items forecasted by analysts and managers that I/B/E/S and FactSet capture in their electronic data feeds has soared. Taking advantage of this rich new data, we find that 11 income statement and two cash flow statement analyst and management guidance surprises reliably explain variation in firms' signed earnings announcement returns. The most important surprises overall are (i) one-quarter-ahead sales guidance surprise, (ii) analyst sales surprise, (iii) analyst Street earnings surprise, and (iv) one-quarter-ahead Street earnings guidance surprise. No balance sheet surprises and no expense surprises are significant. We also find that the adjusted R2s of our multivariate regressions are up to six times those of univariate Street earnings surprise regressions, and that while the univariate coefficient on Street earnings surprise has risen since 2001, the multivariate coefficient has fallen. The latter result points to the inferential benefits of taking into account the full set of surprises, and in particular sales-based surprises, versus relying on Street earnings surprise alone.

We provide an overview of alternative definitions and measures of earnings quality and a discussion of research design choices encountered in earnings quality research. Throughout, we focus on a capital markets setting, as opposed, for example, to a contracting or stewardship setting. Our reason for this choice stems from the view that the capital market uses of accounting information are fundamental, in the sense of providing a basis for other uses, such as stewardship. Because resource allocations are ex ante decisions while contracting/stewardship assessments are ex post evaluations of outcomes, evidence on whether, how and to what degree earnings quality influences capital market resource allocation decisions is fundamental to understanding why and how accounting matters to investors and others, including those charged with stewardship responsibilities. Demonstrating a link between earnings quality and, for example, the costs of equity and debt capital implies a basic economic role in capital allocation decisions for accounting information; this role has only recently been documented in the accounting literature. We focus on how the precision of financial information in capturing one or more underlying valuation-relevant constructs affects the assessment and use of that information by capital market participants. We emphasize that the choice of constructs to be measured is typically contextual. Our main focus is on the precision of earnings, which we view as a summary indicator of the overall quality of financial reporting. Our intent in discussing research that evaluates the capital market effects of earnings quality is both to stimulate further research in this area and to encourage research on related topics, including, for example, the role of earnings quality in contracting and stewardship.
