The demise of the socialist CMEA and the USSR has allowed eastern European economies to open up and caused Russia/the CIS to engage in a series of difficult reforms which have been supported by the G-7 and the International Monetary Fund plus the World Bank on the one hand, and, on the other hand, by the EU and the EBRD. While some of the (early) Visegrad countries apparently were rather successful in their transition attempt, systemic transition approaches in other countries - Romania and Bulgaria - and, above all, in Russia largely were a failure. Economic hardship, social unrest, political radicalization and the international spreading of criminal activities can be identified as problems from the failure of Russia's first transition attempt. This book deals - from an international perspective - with the postsocialist countries in Europe, i. e. there is a focus on eastern enlargement and on Russia on the one hand, on the other hand the topic is which international influences and effects will emerge from EU enlargement and the Russian transition. While chapter A exclusively deals with major problems of eastern enlargement and the policy options for dealing with this difficult problem, chapter B is devoted to the Russian transformation crisis. There the analysis has a focus on Russia in its own right but also on the potential negative spillovers of a Russian transformation disaster which could occur in the late 1990s.

Russian engagement with the leading Euro-Atlantic institutions on a special, but still subordinate, nonmember basis remains a clever yet suboptimal substitute. Such relationships, as this monograph about Russia and the European Union explains, tend to produce shallow collaboration, symbolic summitry and costly standoffs. Closer cooperation is blocked by an ongoing dispute over terms, which is rooted in asymmetries in power, ambivalent preferences, uncertainty about the distributional costs and benefits of deeper engagement, and Russia's continued unwillingness or inability to lock-in the liberal domestic structures necessary to make credible commitments. Moscow's renewed self-confidence and geopolitical ambitions, bolstered by sustained economic growth and high energy prices, complicate the bargaining and further strain these special relationships which persist for lack of a realistic, superior alternative.

Greater government control over oil and gas would lead to lower investment in this area and also lower profitability due to inefficiencies inherent in government controlled organizations. This might impact energy supplies to the EU. The EU is demanding market reform and more social responsibility from Russia. The EU-Russia economic and trade issues are, therefore, politico-economic in nature. A number of summits have been held between the two economic partners but issues remain. The 25th EU-Russia summit was held May 31-June 1, 2010 when a Partnership for Modernization was launched for their mutual benefit based on democracy and the rule of law. The aim is to promote reform, enhance growth and competitiveness. This paper explores the nature and status of relationship between the two partners and how the relationship might be strengthened for their mutual benefit.

The analysis suggests that if EU enlargement has had any diversion effects on trade between the EU and Russia at all, they have been minimal, while robust growth in both the EU and Russia, as well as high oil and gas prices, has boosted trade. Likewise, FDI to and from Russia has increased, with the direct impact of enlargement again difficult to disentangle from other factors. Use of the euro by Russian residents and authorities in international transactions has increased, albeit at an uneven pace. While, in general, the US dollar remains the major foreign currency used by Russian residents, the euro has gained importance as an anchor and reserve currency in Russian exchange rate policies. This has happened in the context of an overall monetary policy strategy aiming at a gradual shift from an exchange rate-oriented monetary policy to inflation targeting.

These are the premises of this new CEPR Policy Paper.
