Since the start of EMU, fiscal conditions in some member states have slipped considerably beyond the limits set by the Maastricht Treaty and the Stability and Growth Pact. It is clear that the preventive arm of the Stability and Growth Pact has failed to preclude excessive deficits. There is no shortage of proposals to reform the current fiscal framework in this crisis situation. They range from calls for softening their implementation, and to proposals for closer coordination of national fiscal policies. None of these proposals offers a convincing solution to the problem at the heart of the current crisis: how to balance the need for effective long-run fiscal stability in EMU with the need for short-run flexibility of fiscal policy in the member states. After a detailed analysis of the virtues and defects of the current fiscal framework, this report presents a proposal for reform that addresses this issue. The authors argue that EMU should move away from rigid fiscal rules for annual deficits towards a more judgmental process of monitoring the sustainability of fiscal policies. This approach is guided by three principles: independence, transparency, and legitimacy. Together wit the ability to assess the fiscal situation and outlook of each euro-area member state, they are the keys to designing a framework that provides enough flexibility and, at the same time, can build the required credibility and political support. The authors propose the creation of a Sustainability Council for the EMU, and independent body with the sole statutory task of safeguarding the sustainability of public finances in the euro area. The Sustainability Council regularly and openly reports to the public and the European Parliament its assessment of the member states' fiscal policies, taking into account past performance, current perspectives and the future course of fiscal policies. Its mandate is the counterpart of the ECB's principal task of maintaining price stability. However, the Sustainability Council has no operative role in fiscal policy; it relies solely on the pressure of informed public opinion to discipline national governments. The use of the instruments of fiscal policy is entirely left to the national governments, and the Sustainability Council can only be conceived as a judge of national public finances.

Book excerpt: The European Semester is a well-intentioned attempt to foster macroeconomic policy coordination between Member states. However, the concept of euro area fiscal stance lacks operational instruments, the concept of macroeconomic imbalances is loosely defined, the Macroeconomic Imbalance Procedure (MIP) is weakened by its complexity, and its blurred frontier with respect to the Europe 2020 process further obscures the Semester. The euro area is still not well equipped to design a consistent macroeconomic policy and reduce the risk of long-lasting stagnation. We propose to use the future European Fiscal Board to promote an integrated view of fiscal policy, to make the MIP symmetric to the Stability and Growth Pact (SGP), with a flagship indicator (the current account) complemented with a limited number of indicators related to medium-term imbalances. Growth-enhancing policies would all fall under the Europe 2020 process ("integrated guidelines"), with alternating building blocks.

Therefore, there seems to be a case for re-examining the subject under the new framework set by EMU. The objective of such a reassessment is to enhance the understanding of what type of coordination and what institutional setting for policy coordination can be expected to be most favorable. Challenges for Economic Policy Coordination within European Monetary Union provides an intellectually stimulating contribution to the ongoing debate.

EU Enlargement has now been successfully completed, and although there have been painful discussions on EU institutional reform to accommodate the expansion, a breakdown in the 2005 budget negotiations and an controversy over the implementation of the Stability and Growth pact, it is likely that this will not impede the addition of new Member States from the east.

Book excerpt: The banking crisis in 2008 triggered a crisis of confidence in the financial health of Member States of the euro area. The effect of the crisis across the EU demonstrated the interconnection between the banking sector and public finances. In response the European Commission has put forward a series of legislative proposals that would monitor and coordinate more closely economic policies between Member States. The proposals focus on two elements: fiscal discipline and macroeconomic stability. This report says that attempts to keep the euro area stable will fail unless EU Member States stick to the rules. The Committee is sceptical that Member States will sustain the necessary political will to do so. It says that controversial proposals for a Pact for the Euro risk developing a 'two-speed' Europe, creating a significant distinction in the single market between those states inside the pact and those outside. It warns that reassurances by the UK and several other Member States that the private sector would sustain no losses on sovereign debt issued before 2013 might prove too heavy a burden for taxpayers in countries such as Greece and Ireland to sustain. The Committee recommends that the private sector share the burden of restructuring sovereign debt after the new permanent crisis mechanism comes into force after 2013. The Committee warns that proposals to monitor and correct macroeconomic imbalances must not result in corrective recommendations being issued which could hurt Member States' global competitiveness. This is particularly true for those countries with a current account surplus

Despite some dissent, there were a number of arguments in favor of this policy change: it would facilitate exchange of goods, money, and people by decreasing costs; it would increase trade; and it would enhance efficiency and competitiveness at the international level. A decade is an ideal time frame over which to evaluate the success of the euro and whether it has lived up to expectations.
