Several tests are performed to determine whether this return premium is the result of additional risk or market inefficiency. No evidence is found to suggest that high book-to-market stocks are associated with additional risk, and only weak evidence is found to suggest that return premium is a result of investor over-reaction. An alternative explanation IS offered, relying on the dynamic behavior of firms and the process by which investors value the stocks of these firms.

Book excerpt: Prior research has identified the existence of several cross-sectional patterns in equity returns, commonly referred to as effects. This paper empirically tests for the existence of a number of well known effects using data from the Australian equities market. Specifically, we investigate the size effect, book-to-market effect, earnings to price effect, cash flow to price effect, leverage effect and the liquidity effect. Fama and French (1996) note that patterns in average returns that cannot be explained by the traditional Capital Asset Pricing Model (CAPM) are considered anomalies. An additional aim of this paper is to investigate the capability of the CAPM and the Fama and French (1993) multifactor model (FFM) in explaining any observed anomalies. We document a size, book to market, earnings to price and cash flow to price effect but fail to find evidence of a leverage or liquidity effect. Although our results indicate that the FFM is superior to the CAPM in explaining cross-sectional variation in equity returns, we conclude that its performance is less than satisfactory in Australia.

Book excerpt: In Australia, unlike US and European jurisdictions, the Reserve Bank of Australia discloses its stance on monetary policy via two separate events: the announcement of a monthly target cash rate for overnight loans; and two weeks later, the release of the explanatory minutes of the Board meeting that decided the rate outcome. This study takes advantage of this practice in order to examine the impact of monetary policy announcements and explanatory statements on the Australian equity market. We find that both monetary policy announcements and explanatory minute releases have a significant and comparable impact on the returns and volatility of the Australian equity market. Further, the impact of monetary policy announcements is demonstrated to be influenced by the state of the economy. Specifically, returns intensify during the Global Financial Crisis and are affected by negative sentiment.

Book excerpt: This letter examines the month-of-the-year effect in Australian daily stock returns at the market and industry levels and for small capitalisation stocks from Monday 9 September 1996 to Friday 10 November 2006. A regression-based approach is employed. The results indicate that marketwide returns are significantly higher in April, July and December combined with evidence of a small cap effect with systematically higher returns in January, August and December. The analysis of the sub-market returns is also partially supportive of disparate month-of-the-year effects in the diversified financials, energy, retail, telecoms and transport industries. However, only in the case of small cap firms and the telecoms industry do these coincide with the higher returns associated with the January effect as typified in work elsewhere.

Book excerpt: It is important for both the monetary policy makers and investors to understand the impact of monetary policy shocks to real asset prices. This paper used the event-study method to test the intraday effects of monetary policy shocks on Australian stock market return in different dimension. The results show that a 25-basis-point rate cut target surprise is associated with 0.62% to 0.7% increase to the whole Australian stock market index. The results of industry indexes show that the industry indexes react differently to monetary policy shocks and path surprise is never significant in all event windows. This paper also tested the speed of stock market reacting to monetary policy shocks. The results suggest that all stock market indexes stop reacting to monetary policy shock after 90 to 120 minutes the monetary policy decision is announced. Lastly, the study of individual stocks shows that the size and market to book ratio factors do not affect magnitude of individual stock reaction to monetary policy shock.
